2 Roundtable on Trade and Exchange Rate Policies for Export Diversification May 24, 2017 Background and Introduction On the 24th of May 2017, the Policy Research Institute (PRI) of Bangladesh held a roundtable on trade and exchange rate policies for export diversification. The Honorable Minister of Commerce, Mr. Tofail Ahmed, M.P., was present as the chief guest and Mr. Kazi M. Aminul Islam, Executive Chairman, Bangladesh Investment Development Authority (BIDA), Prime Minister s Office, as the special guest for the event. Other distinguished researchers, private sector business leaders and former policy makers of the country and people directly and indirectly involved into trade and exchange rate policies also attended the event. Dr. Zaidi Sattar, Chairman of PRI, moderated the session. The program began with the opening remarks by Dr. Ahsan H. Mansur, Executive Director, PRI, and then followed by a keynote presentation by Dr. Sadiq Ahmed, Vice Chairman, PRI. Dr. Zahid Hussain, Lead Economists and Country Sector Coordinator, World Bank and Syed Nasim Manzur, Managing Director, Apex Footwear Ltd and Former President, MCCI were among the designated discussants. Unfortunately, Mr. Manzur was unable to attend. But representatives from major export industries (garments, leather and jute) filled in the gap. The main objective for the roundtable seminar was to highlight the ways and means to boost and diversify the export basket of Bangladesh economy through various trade and exchange rate policies. Main Observations from the Event The policy dialog at the Policy Research Institute Conference Room was attended by representatives from various policymaking organizations, research institutes, opinion leaders, current and previous policymakers, university professors, business leaders and members of the print and electronic media. Notable businesses and institutions represented were: Ministry of Commerce, BIDA, Bangladesh Bank, BEZA, World Bank, IMF, Abdul Monem Ltd, Standard Chartered Bank, MCCI, FBCCI, BUILD, US- Bangladesh Advisory Council, BGMEA, and BLMEA Among the panelists and other stakeholders, there was an acknowledgement about the importance to diversify the export base, especially in view of the recent slowdown in RMG exports and remittances. The critical role of incentives was universally 1

3 acknowledged and in particular the role of exchange rate and trade policy as the major determinants of incentives was appreciated and emphasized. Sector focused export diversification was also emphasized by the panel. Getting out of single-product export and moving into potential sectors such as footwear, leather, food processing and household durables and electronics was noted. The importance of domestic and foreign investment to create new export opportunities was noted. In that regard, there was an acknowledgement for creating a business friendly. One-Stop-Shop (OSS) for investment. The business representatives, emphasized on the urgent need to get the Economic Zones operational. They also proposed the formation of a Regulatory Reform Commission to iron out outdated regulations. The event was well covered in the print and electronic media. The Daily Star, Financial Express, and Dhaka Tribune, the most important daily English newspapers, covered the event comprehensively as their lead business news. Bengali daily newspapers, including the most circulated Prothom Alo, also covered the event widely. Numerous TV journalists attended the event and telecast the relevant footage as part of their regular news coverage. Keynote Presentation at the Event In his detailed power point presentation, Dr. Sadiq Ahmed said that the government of Bangladesh aims to achieve and sustain 8% growth rate over the long-run to gain upper middle-income status by GDP growth is fueled by investment and exports. The export to GDP ratio in Bangladesh climbed from 5.5% in FY1991 to 18.2% in FY2012, 96% of which is from manufactured exports, especially readymade garments. The RMG sector alone brought in 4 million jobs along with rising export earnings from 0.6 billion dollars in FY1990 to 28 billion in FY2016. However, non-rmg exports have not responded adequately in Bangladesh. Since the growth of RMG exports have slowed down in recent years, so as the growth of the total exports. The slowdown of export growth is harmful for GDP growth and employment and thus requires policy attention. Dr. Sadiq additionally emphasized that a lot of new products entered the market, but very few have prospered, with the exception of footwear. This is mainly due to weak incentives, and thus with proper policies, Bangladesh has the scope to diversify exports in footwear and other labor-intensive manufacturing. Bangladesh s export diversification challenge needs not only to address on the heavy reliance on one product export but also its reliance on very few large markets. The policy analysis must look at both demand and supply constraints to export diversification. Dr. Ahmed suggested that local and foreign investment in export industry can remove supply-side constraint to support export diversification. In order to stimulate investment in export industries the government 2

4 must address the incentives problems. Two particular policies that hurt incentives for exports are the appreciation of the real exchange rate and the anti-export bias of trade policy. The presentation showed that the local-currency taka appreciated by 47 per cent, 34 per cent and 25 per cent against euro, US dollar and Indian rupee since 2006, 2010 and 2008 to The real appreciation is caused by the influx of remittance flows, the control-oriented foreign currency system that suppresses the demand for foreign currency, and domestic inflation rate that is higher than foreign currency. Such substantial appreciation of the local currency in real terms against major global currencies that underlies Bangladesh exports and imports suggests a huge currency tax on exports and is a major factor why most exports have failed to fire after ignition. A large appreciation of the real exchange rate over a long period poses a serious incentive problem for export and needs correction. Liberalizing the services accounts restrictions related to health, education and tourism, reducing tariff and non-tariff protection, and lowering of domestic inflation can address real exchange rate appreciation. Regarding trade protection, Dr. Ahmed pointed out that high rates of effective protection (ERPs) accorded to domestic production causes investments to go to these mostly inefficient enterprises. With such high ERPs for domestic production, investors do not have any incentive to produce for export markets. He, however, also noted that to a large extent the use of tariffs and para-tariffs (supplementary duties or SDs) is guided by revenue motives rather than trade protection. He considered the use of tariffs and para-tariffs for revenue mobilization as a highly inefficient and high-cost tax strategy that must be re-examined and reformed immediately. Nevertheless, he observed that the proposed introduction of the new VAT law if done properly will help reduce the anti-export bias by eliminating many supplementary duties (SDs) and keeping the remaining SDs as trade-neutral. Moving forward, Sadiq Ahmed recommended reforming the trade policies in a way that ERPs are substantially reduced. Customs duties should be low and with low dispersion in rates by product groups. The CD should be only instrument for long-term trade protection and the SDs and regulatory duties should be eliminated. The government should offer Bonded Warehouse Facility and back-to-back LC to all exports. According to him; the system of duty drawback does not work properly whereas the BWF has delivered very good results for the apparel sector. Selected comments from the panel discussion: Dr Zahid Hussain, Lead Economist and Country Sector Coordinator of the World Bank, welcomed the keynote presentation and expressed his full support to the analysis and recommendations. He said that local marketbased industries failed to grow in line with the support provided and common people pay for it buying products at a high rate; i.e. the government at present is imposing high tariff to protect domestic production and the consumers are paying for it. He suggested that the protection should be time-bound and should generally be provided through depreciated currency, 3

5 exchange rate flexibility, reducing para-tariff protection and relaxing controls over service imports as well as the interest rates on foreign exchange deposits and so on. Mr. Ahmad Jamal, Executive Director, Bangladesh Bank acknowledged the role of exchange rate for exports. Bangladesh Bank was conscious about the need to avoid real exchange rate appreciation. It has adopted a flexible exchange rate management. It is pursuing a cautious monetary policy to lower inflation. It is looking at ways to liberalize the services account but cautiously. Mr. Kazi M. Aminul Islam, BIDA Chairman called for economic diversification, which includes the primary, manufacturing and services industry that will create job opportunities in both RMG and Non-RMG sectors. Private investments must be mobilized to support economic diversification. BIDA is engaged in making efforts to lower transaction costs and attract foreign investments. Nihad Kabir, President of MCCI said there was talk of leather as product of the year regarding export diversification but it did not work due to the exchange rate. She further said that other sectors should be allowed to flourish and keep RMG sector where it is. Abrar Anwar, CEO of Standard Chartered Bank, named toys, games, footwear, electronics and ICT as the next potential sector after RMG. He said FDI is needed in regards to ICT. He called for some FDI reforms to attracts foreign investors. Md. Saiful Islam, President of Leather and Footwear Manufacturers and Exporters Association (LFMEAB) emphasized the importance of the exchange rate for export incentives. He called for equal support for leather and footwear as for RMG and stressed innovation, research and development in order to achieve product diversification. Md. Siddiqur Rahman, President of Bangladesh Garment Manufacturers and Exporters Association (BGMEA), emphasized the need for depreciation of the local currency to offset the long-term appreciation, lowering of bank rates and a raise in cash incentives in order for new market exploration. 4

6 Comments/observations from Commerce Minister Tofail Ahmed: Mr. Tofail Ahmed complimented PRI for the high quality seminar and commented that he always looked forward to seeking PRI advice for the quality they bring. He said that the local exporters are not taking advantages of the trade benefits in many countries like Australia, New Zealand, Japan and China. He acknowledged the importance of incentives and adverse implications of trade policy. He said the government is providing cash incentives for many sectors and going to give benefits for the ICT sector. He agreed with the need to offset the real appreciation of the exchange rate and making easier the doing business environment in the country. He also recommended to increase productivity to stay competitive on the global market. 5

Commerce Minister Tofail Ahmed and Bangladesh Investment Development Authority (BIDA) executive chairman Kazi M Aminul Islam were present as chief and special guests at the function, also addressed by a business leaders and experts. PRI chairman Dr Zaidi Sattar moderated the roundtable while its executive director Dr Ahsan H Mansur delivered the address of welcome. "Non-RMG exports have not done well on average. During FY 1990 to 2016, they grew at less than 8.0 per cent per year as compared with 16 per cent for RMG," PRI vice-chairman Dr Sadiq Ahmed said, adding lots of new products have entered the market but few have prospered with the exception of footwear. Heavy concentration on one product-rmg-and reliance on a few large markets are among the challenges against diversification of exports, he explained and suggested local and foreign investment in export industry to remove supply-side constraint upon export diversification. Learning from the positive experience of RMG, the government should offer BWF and backto-back LC to all exports, Mr Sadiq said, adding the system of duty drawback does not work properly whereas the BWF has delivered very good results for the apparel sector. Admitting that source tax is increasing annually, he also favoured doing something regarding exchange rate and easing the doing-business environment in the country. The commerce minister also recommended increasing productivity to stay competitive on the global market. The BIDA chairman recommended economic diversification that includes primary, manufacturing and services which would help in employment generation both in RMG and non-rmg sectors. Dr Zahid Hussain, lead economist and country sector coordinator of the World Bank, said local market-based industries failed to grow in line with the support provided and common people pay for it buying products at a high rate. While stressing protection for local industries, he suggested that protection should be timebound and such support can be provided through generally depreciated currency. He opined for withdrawing control over foreign-exchange market and suggested mid-term tax structure. "The annual changes in decision hamper the investment environment," he told the meet. There was so much talk including declaration of leather as product of the year regarding export diversification, but actually they did not work because of exchange rate, said Nihad Kabir, president of the Metropolitan Chamber of Commerce and Industry (MCCI). Citing example, she said two years back exchange rate was Tk 110 which is now Tk 87 but cost of production did not decrease rather export cost went up. Moreover, she said, due to infrastructure weakness, exporters have to use Dhaka airport instead of Chittagong sea port. The chamber chief recommended keeping RMG sector where it is and giving other sectors the opportunity to flourish. Abrar A Anwar, chief executive officer of Standard Chartered Bangladesh, listed footwear, toys, games, electronic and electrics, and ICT as the potential sectors after RMG. Though ICT has problems like want of skilled manpower, he said foreign direct investment is needed for skills development and to go for high-end products. Despite offering so many benefits, FDI is not coming, he said, suggesting policy reform in this regard. 7

9 He noted that RMG sector gets finance from the Export Development Fund (EDF) whereas other sectors don't. President of Bangladesh Garment Manufacturers and Exporters Association (BGMEA) Md Siddiqur Rahman demanded depreciation of the local currency, further lowering of bank rates and a raise in cash incentives for new market exploration. Export growth in the country's garment sector has slowed down following a declining global demand, he said, adding that competitor countries are reaping more advantage as they depreciated their respective currencies. The government can give go-ahead to foreign direct investments in the sectors, said Abrar A Anwar, CEO of Standard Chartered Bangladesh. The government should also find out the reasons why the foreign funds are not coming to the sectors despite having huge potential, Anwar said. He spoke at a programme on export diversification, organised by the Policy Research Institute at its office in Dhaka. As for example, Indonesia and Malaysia have received a lot of FDI in the sectors as many have already relocated their business from China to the two countries because of high cost of production, he said. The cost of production did not decrease in Bangladesh although the local currency appreciated against the US dollar, said Nihad Kabir, president of the Metropolitan Chamber of Commerce and Industry. She marked the inefficiency of the Chittagong port as one of the major causes responsible for the high cost of production. Businessmen have to rely on expensive air shipments due to the poor performance of the country's premier sea port, Nihad said. She suggested introducing an efficient management for the currency exchange system. Zahid Hussain, lead economist of the World Bank in Dhaka, suggested the local currency should be devalued. The local industry should be protected through reducing the para-tariff regime, Hussain said. Such kind of para-tariff regime reflects a negative impact on foreign investment in the country, he said. The depreciation of the taka against the dollar will create a price pressure on consumer goods, which account for 13 percent of the country's total import value, said Ahmed Jamal, executive director of Bangladesh Bank. As a result, the inflation on food items will go up, he said. Moreover, the central bank cannot fix the exchange rate anymore as the rate is determined by the market force, he said. 8

10 But, sometimes the central bank intervenes by selling and buying dollars from the local market to avoid the market become volatile, he said. Saiful Islam, president of Leather-goods and Footwear Manufacturers and Exporters Association of Bangladesh, urged the business-people to be innovative in product diversification and market diversification on export. Siddiqur Rahman, president of Bangladesh Garment Manufacturers and Exporters Association, said businesses are refraining from making fresh investments due to inadequate supply of gas and power in the sector. Rahman suggested two or three economic zones should immediately be developed for the garment sector to attract more investment. Sadiq Ahmed, vice chairman of the PRI, suggested allowing bonded warehouse facility and back-to-back letter of credit for all export sectors like the garment sector.
