Underlying Ebitda of US$2.6bn and NPAT of US$1.2bn were 6% and 5% higher than we had expected. Net debt was in line having been announced with the 2QFY17 production. FMG has stepped up its dividend, lifting its payout ratio of nearly 4%. Impact Slight beat on 1HFY17 earnings but cash flow in line: Underlying Ebitda of US$2.6bn and NPAT of US$1.2bn were 6% and 5% higher than we had expected. The solid earnings result translated through to cash flow, with free cash flow of US$1.5bn 5% higher than we had expected. Net debt declines to US$4.bn, a US$1.2bn reduction over the past six months and reduced gearing (net debt/net debt + equity) to 3%. Steps up dividend payments: FMG has materially stepped up its dividend payment in response to strong cash generation and buoyant iron-ore prices. The company declared an interim dividend of A$.2, marginally lower than our $.22 forecast but a material increase on the A$.12 final dividend for FY16. We note that Bloomberg consensus called for a FY17 total dividend of A$.3. Debt free by September at spot prices: FMG s net debt has fallen over US$3bn in 18 months and now sits at US$4.bn with gearing down from ~5% to 3% over the same period. We note that under the spot price scenario FMG would become debt free before the end of September this year, even assuming a further step up in dividends. Earnings and target price revision We make only modest changes to our earnings forecasts for FMG after incorporating the 1HFY17 result. Our EPS rises 1% in FY17 and 3% in FY18 and remains largely unchanged for FY19 and FY2. Our price target is also unchanged at A$7.6. Price catalyst 12-month price target: A$7.6 based on a 5/5 NPV and 6.x EV/Ebitda methodology. Catalyst: Iron-ore prices continue to trade well above our forecasts. If prices remain buoyant, FMG will be in a strong position to continue to repay and potentially restructure its debt facilities. Action and recommendation Maintain Outperform: FMG s 1HFY17 earnings result was solid with most metrics reporting a slight beat compared to our forecasts. We had hoped for a material step-up in the dividend given the strong cash generation and buoyant iron-ore prices and management has delivered. Shipment and cost guidance of mt and US$12-13/wmt for FY17 remains unchanged. At spot ironore prices FMG is trading on forward P/E multiples <4.x and free cash flow yields of +3%. 2 Macquarie Wealth Management 1HFY17 earnings a slight beat FMG s 1HFY17 earnings result was marginally higher than we had expected. Revenue of US$4.5bn was 1% higher while Underlying Ebitda of US$2.6bn was 6% better than expected. Ebit of US$2.bn and net profit of US$1.2bn was 8% and 5% above our forecasts respectively. The increase on a YoY and PcP basis was impressive with NPAT up 283% YoY and 83% PcP. The solid earnings result translated through to cash flow, with free cash flow of US$1.5bn 5% higher than we had expected. Net debt declined to US$4.bn, a US$1.2bn reduction over the past six months and reduced gearing (net debt/net debt + equity) to 3%. Using Macquarie s iron-ore forecasts we expect gearing to fall towards 2% in the next six months and then assume FMG repays the bulk of surplus cash to shareholders. However under a spot price scenario FMG would become debt free by the end of September this year even assuming higher dividend payout. The average price for the 3QFY17 to date is now US$83/t, well above our 3QFY17 US$6/t forecast. In Australian dollars spot iron-ore prices have averaged A$11/t for the 3QFY17 to date and are trading close to A$12/t. Shipping rates have also declined recently, and are now trading below US$5/wmt for capesize vessels from Western Australia to China. Unsurprisingly running spot prices delivers very attractive multiples beyond FY17, with P/E multiples below 4.x and free cash flow yields over 3% for FY18 and FY19.
