Adjusted NPAT of $360m (MQe: $365m) was up 207% vs 1H16, with a $150m share buyback announced. Impact Cost-out creeps further. BSL had previously been targeting $280m in costout savings in FY17 at Australian Steel Products, and now is on track for at least $300m $150m of cost out had been achieved in 1HFY17. Additionally, New Zealand and Pacific Steel cost-out has been upgraded from at least NZ$60m to NZ$70m, with more to come in FY18. Cash flow solid. 1HFY17 free cash flow was $286.3m which has reduced net debt to $531.3m (pcp: $1,373m). Leverage is now at 0.4x EBITDA, similar levels to before the North Star acquisition. There was a working capital build of ~$100m, mainly increased physical inventories in ASP and Building Products, driven by some timing impacts and increased trading activity. Capital management firmly on the agenda. A $0.04ps fully franked interim dividend has been announced and a $150m on-market share buy-back. The board has stated its intention to pay consistent dividends (in the context of limited franking credits) with on-market buy-backs, combining to pay out 30-50% of free cash flow. Outlook upgrades. BSL provided 2HFY17 guidance, expecting 50% higher underlying EBIT than in 2HFY16, equating to ~$510m. This is based on average East Asian HRC of US$495/t, iron ore of US$75/t, hard coking coal of US$160/t and A$/US$ of Turning to high-return capex. Having improved the fundamental operational performance and earned the right to invest (average ROIC at 20.5%), the group is now focused on targeted investment to support further efficiency and growth. Earnings and target price revision We have adjusted FY17E EPS by 3% and FY18E by 19% to reflect further cost-out in Australian and New Zealand, and expected improvements in operational performance. Price target $14.30 ($12.70 previously) representing a 9.1x FY17 and FY18 rolled EV/EBITDA. Price catalyst 12-month price target: A$14.30 based on a Sum of Parts methodology. Catalyst: Steel market developments, June US site visit. Action and recommendation Maintain Outperform. We continue to see a positive investment case. The macro context is framed by subdued Chinese steel exports and US protectionism, while the micro remains supported by solid management execution. Attractive relative valuations compared to the ASX200 (a 28% PER discount) and international peers underpin the upside case. 2 Fig 1 1HFY17 results review The good The not so good The interesting Creeping cost-out. While incremental gains in BSL s cost-reduction targets are slowing, execution remains very good. The group added to its targets in Australian Steel Products (now >$300m, previously $280m), New Zealand (FY17 at NZ$70m, FY18 ~NZ80m, previous >NZ$60m) and Buildings North America ($30m by FY18, previously $20-25m). Capital management visibility. The group announced a $150m buy-back six months earlier than we had expected. In the context of limited franking credits, buy-back activity now forms part of BSL s ongoing capital management intent to return 30-50% of free cash flow to shareholders. Investing for growth, internally. Having improved the fundamental position of the business, BSL is focusing more on its growth intentions. While there are some large, longerterm payback initiatives (coating line in Thailand, paint capacity in India) much of BSL s capex will be spent on highreturning internal debottlenecking or incremental capacity and efficiency. Inventories have grown by $351m since June 2016, leading to a $184m cash outflow in 1HFY17 (compared to an $81m outflow in the pcp). This is net of a $145m offsetting impact of receivable sales. Inventories balances were driven by volume in the main with increases of 24-32% since 1HFY16, as a result of increased activity levels but also timing of purchases (Building Products) and shipments (Australia SP). Mixed, but better US demand. BSL s acquisition of 100% of North Star continues to feature in its impact on the group s performance. Management noted some perspectives on demand trends, with improving construction and oil & gas markets more than compensating for slightly slower auto demand. North Start continues to operate at 100% utilisation and further process optimisation is aimed at a 90ktpa capacity expansion. Taharoa trade. The sale of Taharoa continues to proceed, with two interested parties in advanced negotiations. Closing is subject to local community approval and agreement with shipping providers. As part of the deal, BSL is to make a cash contribution towards lease liabilities. With EBIT break-even at ~US$50/t, spot iron ore prices and a 3.5mtpa production capacity suggest a potential EBIT base of $140m. In 1HFY17, this operation achieved EBIT of $25m and has pointed to a negative impact of $10-20m in 2HFY17 from a buoy outage. A sale would support debt reduction and a further buy-back. KEY CHART: BSL has reduced its exposure to commodity steel sales through structural reductions in export volumes and driving coated steel expansion in Asia. This result again demonstrated solid execution from management, with further upward creep in cost-reduction targets. The macro environment, while being far from a perfectly clear picture, does continue to support the investment case. The stock has been gradually de-rated over time, currently trading at a 28% discount to the market. While the stock has performed well, earnings improvement has outstripped the price performance. Among this international peer group, we find the forward-looking perspective on earnings progress of interest. Consensus BSL estimates suggest no growth on a prospective basis. Our own estimates imply a 19% decline in FY18 EBIT. Underpinning this are generally cautious views on commodity price progression (both for finished steel and raw materials) and associated pressure on spreads. It is worth noting that, on a spot basis, we estimate EBIT would be ~90% higher, implying an EV/EBIT to FY18 of 3.7x.
