1 Pricig Formulae of Power Biary ad Normal Distributio Stadard Optios ad Applicatios Hyog-Chol O, Dae-Sug Choe, Faculty of Mathematics, Kim Il Sug Uiversity, Pyogyag, D P R K arxiv: v q-fi.pr Mar 09 Abstract hc.o@ryogamsa.edu.kp I this paper the Buche s pricig formulae of higher order asset ad bod biary optios are icorporated ito the pricig formula of power biary optios ad a pricig formula of the ormal distributio stadard optios with the maturity payoff related to a power fuctio ad the desity fuctio of ormal distributio is derived. Ad as their applicatios, pricig formulae of savigs plas that provide a choice of idexig ad discrete geometric average Asia optios are derived ad the fact that the price of discrete geometric average Asia optio coverges to the price of cotiuous geometric average Asia optio whe the largest distace betwee eighborig moitorig times goes to zero is proved. Keywords power biary optio; ormal distributio stadard optio; savigs plas that provide a choice of idexig; discrete geometric average Asia optio 00 Mathematics Subject Classificatio 35C5, 9G80 Itroductio Optio pricig problem is oe of the mai questios i fiacial mathematics. he studyig method expressig complex exotics or corporate bods as a portfolio of biaries becomes a widely used way i solvig fiacial practical problem,3,5,7,8,0 5. I this paper, solutio represetatios of Black-Scholes PDE with power fuctios or cumulative distributio fuctios of ormal distributio as a maturity payoff are provided ad usig them savigs plas that provide a choice of idexig ad discrete geometric average Asia optios are studied. his becomes biary optio methods ad their applicatios. he basic idea of expressig the payoffs of complex optios i terms of biary optios was iitiated i Rubistei ad Reier99 7, where they cosidered the relatioship of barrier optios ad biaries. Igersoll000 5 exteded the idea by expressig complex derivatives i terms of evet- drive biaries. Evet ε drive biary optio pays oe uit of uderlyig asset if ad oly if the evet ε occurs, otherwise it pays othig. Buche004 itroduced the cocepts of first ad secod order asset ad bod biary optios ad provided the pricig formula for them usig expectatio method. Ad the he applied them to pricig some dual expiry exotic optios icludig compoud optio, chooser optio, oe time extedable optio, oe time shout optio, America call optio with oe time divided ad partial barrier optios. Skipper009 5 itroduced a geeral cocept of multi-period, multi-asset M-biary which cotais asset ad bod biaries of Buche ad provided the pricig formula by expectatio method. hey oted that portfolios of M-biaries ca be used to statically replicate may Europea exotics ad applied their results to pricig a simple model of a executive stock optio ESO which has bee used i practice to value corporate remueratio packages.
2 Hyog-chol O ad Dae-sug Choe I 8, the authors exteded the cocepts of Buche s first ad secod order asset ad bod biary optios to a cocept of higher order biary optio, deduced the pricig formulae by PDE method ad use it to get the pricig of some multiple-expiry exotic optios such as Bermuda optio ad multi time extedable optio ad etc. I ad 4 the authors obtaied some pricig formulae of corporate bods with credit risk icludig the discrete coupo bods usig the method of higher order biary optios. I the authors exted higher order biary optios ito the case with time depedet coefficiets ad usig it studied the discrete coupo bods. Some baks have a service of savigs accout with choice item of iterest rates, the holder of which has the right to select oe amog domestic ad foreig iterest rates ad calculated the price of such savigs plas that provide a choice of idexig usig expectatio method. I 9 the authors studied the price of such savigs plas that provide a choice of idexig usig PDE method. I such savigs plas, the foreig currecy price of the expiry paypff is related to the the iverse of uderlyig asset price 9. he geometric average Asia optio is oe of well studied exotics. I 6 they studied cotiuous geometric average Asia optios usig PDE method ad provided the pricig formulae, call-put parities, biomial tree models ad explicit differece scheme o characteristic lies. I 3 they studied cotiuous models of geometric average Asia optios with zero divided rates usig expectatio ad PDE methods ad provided the pricig formulae of discrete geometric average Asia optios with expectatio method. hey showed that the prices of discrete geometric average Asia optios coverge to the price of the correspodig cotiuous geometric average Asia optios whe the moitorig time iterval goes to zero. he expiry payoffs of discrete geometric average Asia optios are related to the -th root of the price of uderlyig asset. he purpose of this article is to study the pricig model of the optio whose termial payoff is related to the power of the price of the uderlyig asset i the viewpoit of PDE ad apply them ito pricig problems of some fiacial cotracts. First we fid the pricig formula of so called power biary optio, the expiry payoff of which is the power of uderlyig asset price, by usig the partial differetial equatio method. Our formula icludes the pricig formulae of, 8 for the higher order asset ad bod biary optios. We apply it to calculate the price of savigs plas that provide a choice of idexig. he we derive the solutio represetatio of the termial value problem of the Black- Scholes partial differetial equatio whose termial value is the product of a power fuctio ad a ormal distributio fuctio ad usig it we obtai the pricig formula of discrete geometric average Asia optio. Ad we prove that the price of discrete geometric average Asia optio coverges to the price of the cotiuous geometric average Asia optio as the iterval betwee eighborig moitorig times goes to zero. It is very iterestig i the view of PDE that the limit of the solutios to coecig problems of iitial value problems of Black-Scholes partial differetial equatios o several time itervals becomes the solutio to the iitial value problem of aother partial differetial equatio. his shows that usig the backgrouds of problems a solvig problem of a complicated differetial equatio ca be reduced to solvig problems of simple differetial equatios. he rest of this paper is orgaized as follow. I sectio we provide the pricig formula of a Europea optio power biary optio ad ormal distributio vailla optio whose payoff is related to the power of the uderlyig asset price ad desity fuctio of the

I sectio 3 we apply the result of sectio to provide the pricig formula of savigs plas that provide a choice of idexig ad discrete geometric average Asia optio ad we describe the result of the covergece of the price of discrete geometric average Asia optio as the iterval betwee eighborig moitorig times goes to zero. I sectio 4 we povide the price formula of high order power biary optio.
