NOTES TO FINANCIAL STATEMENTS PARENT COMPANY ONLY DECEMBER 31, 2016 AND 2015 SUMMARY OF SIGNIFICANT ACCOUNTING POLICIES Operations Joaquin Bankshares, Inc., a Texas corporation, is a bank holding company that owns 100% of the outstanding capital stock of Texas State Bank (Bank). In 2014, the Bank formed Sanore Investments, Inc. a wholly-owned subsidiary, for the purpose of holding, managing and selling the Bank s foreclosed real estate. Joaquin Bankshares, Inc. maintains its records on the accrual basis in accordance with generally accepted accounting principles and the general practices within the banking industry. These financial statements present the parent company only. The investment in the Bank is accounted for using the equity method. Separate consolidated financial statements for Joaquin Bankshares, Inc., and its subsidiaries are issued and are considered to be the basic financial statements of the primary reporting entity. Investment in Subsidiary The investment in subsidiary account is stated at cost, adjusted for the earnings of its subsidiary, other comprehensive income, and dividends received. It has not been consolidated and intercompany transactions have not been eliminated. Income Taxes Joaquin Bankshares, Inc., with the consent of its stockholders, has elected under the Internal Revenue Code to be treated as an S corporation effective January 1, In lieu of corporation income taxes, the stockholders of an S corporation are taxed on their proportionate share of the company s taxable income. Therefore, no liability for federal income taxes has been included in the financial statements for December 31, 2016 and A federal income tax return is filed for Joaquin Bankshares, Inc. and its subsidiaries. Income tax returns for years ended on or after December 31, 2013 remain subject to examination by the Internal Revenue Service. During the years ended December 31, 2016 and 2015, no interest or penalties were incurred on income tax returns. If penalties or interest were incurred, they would be included in expense. Goodwill The excess of the fair value of the liabilities assumed in the acquisition of the Bank subsidiary over the fair value of the individual identifiable assets acquired has been accounted for as goodwill. Under FASB ASC 350, Intangibles - Goodwill and Other, goodwill is not amortized and is tested for impairment on an annual basis. Impairment exists when the carrying amount of goodwill exceeds its implied fair value. Goodwill was not considered to be impaired as of December 31, 2016 or Therefore, no impairment loss has been recorded. 9

NOTES TO FINANCIAL STATEMENTS - CONTINUED PARENT COMPANY ONLY DECEMBER 31, 2016 AND 2015 SUMMARY OF SIGNIFICANT ACCOUNTING POLICIES - CONTINUED Cash and Cash Equivalents For the purpose of presentation in the statements of cash flows, cash and cash equivalents are defined as those amounts included in the balance sheet caption Cash. Use of Estimates The preparation of financial statements in conformity with generally accepted accounting principles requires management to make estimates and assumptions that affect the reported amounts of assets and liabilities and disclosure of contingent assets and liabilities at the date of the financial statements and the reported amounts of revenues and expenses during the reporting period. Actual results could differ from those estimates. Comprehensive Income The net change in unrealized gain (loss) on available-for-sale securities is recognized as a result of recording the investment in subsidiary using the equity method. Date of Management Evaluation-Subsequent Events Management has evaluated subsequent events through March 21, 2017, the date on which the financial statements were available to be issued. BORROWED FUNDS - LONG-TERM On September 13, 2011, Joaquin Bankshares, Inc. issued unsecured subordinated debentures of $3,908,000 (Senior Securities) to the U.S. Treasury through the Small Business Lending Fund. The Senior Securities do not constitute a class of stock or represent equity ownership in the Company. The indebtedness is senior to the common stock of the Company and according to the agreement, subordinated to other senior holding company debt. The proceeds of $3,908,000 were transferred to its wholly-owned subsidiary, Texas State Bank, as an equity capital contribution. The Senior Securities mature September The Senior Securities may be redeemed by the Company at its option, subject to regulatory agency approval and the terms of the agreement. There are no sinking fund or mandatory redemption requirements. On the maturity date, the principal amount is due together with accrued and unpaid interest. Interest is payable quarterly and interest expense for the years ended December 31, 2016 and 2015 was $121,882 and $58,620, respectively. Interest was calculated at 1.5% for the year ended December 31, 2015 and until March 2016 when the rate changed to 13.8%. 10

NOTES TO FINANCIAL STATEMENTS - CONTINUED PARENT COMPANY ONLY DECEMBER 31, 2016 AND 2015 BORROWED FUNDS - LONG-TERM - CONTINUED In March 2016, Joaquin Bankshares, Inc. redeemed $2,908,000 of the issued and outstanding Senior Securities and issued a replacement security to the U.S. Treasury for the $1,000,000 of Senior Securities that will remain outstanding at an interest rate of 13.8%. 11
