3 All About Mutual Funds Rising expenses, children s education, unexpected emergencies and finally retirement the demands on people s money seem to be ever-rising. And savings alone may not prove to be enough to meet them all. Making judicious investments though can make their money work harder. However, most people are reluctant to invest as they find it very puzzling. More so, they don t have the time to monitor the stock markets. What is the way then to help you achieve your financial needs and goals? The answer can be mutual funds. Here are a few things about mutual funds that you must know in order to benefit from them: What are mutual funds? A mutual fund is a professionally managed collective investment scheme that pools money from many investors. This money is then invested in stocks, bonds, short-term money market instruments, and/or other securities. Types of mutual funds Mutual funds can broadly be classified as open ended or close ended. While open ended funds are available for subscription and repurchase on a continuous basis and do not have a fixed maturity period, close ended funds are open for subscription only during a specified period at the time of launch of the scheme and have a stipulated maturity period. The funds can further be classified according to the investment objective as: or equity funds: The aim of growth funds is to provide capital appreciation over medium to long term. Such schemes normally invest a major part of their corpus in equities and have comparatively high risks. Debt funds: The objective of debt funds is to generate steady returns while aiming to preserve your capital. They invest only in fixed income instruments like company bonds, debentures, government securities etc. Balanced funds: These funds invest in both equity and debt in varying proportions. So, their average returns and risk profile also fall some where in between growth and debt funds. How do mutual funds score over equities? Unlike equity Investments, mutual fund investments do not require you to analyze and track companies and the ways of the market. Also they can help them stay less affected by the fall in the prices of one particular stock as their returns are derived by overall performance of various stocks that the Mutual Fund invests in. What s the right time to buy and sell mutual funds? The right time to buy mutual funds is when the prices of the funds are low or falling. However, the holding period should be determined by the market conditions ideally. For eg. in growth funds a greater holding period can offer greater chance to benefit. What are SIPs? A systematic investment plan allows you to invest in a fund at regular intervals rather than a lump sum one time amount. SIPs are based on the principle of rupee cost averaging which can help make a fall in scheme s NAV work to the investor s advantage. When the NAV falls because of a fall in the market, SIP can help accumulate more units at lower rates while restraining them from going overboard in a rising market by giving fewer units at those higher levels. Further, by staying invested for a long period of time, they may also profit from the appreciation in equities tend to show over the long term. How do I select the right mutual funds? While choosing a mutual fund, it s important to keep your objectives, risk appetite and investment budget in mind. You should also keep in mind the performance of the fund over the last couple of years and check the exit load charged by a particular scheme which is charged as a percentage of NAV and has the effect of reducing returns by that amount. By keeping these simple things in mind, you can make mutual fund investments that can work to your advantage and help in realizing your financial goals. 01

4 Investment Outlook Equity Investment Outlook Equity Outlook Indian equity market saw positive traction, a welcome move after lackluster performance over past few months. The benchmark indices, Sensex and Nifty, moved 7.5% and 7.2% respectively over the last month. MSCI India also outperformed major global indices even on currency adjusted basis, delivering 6.9% in US$ terms during same period. This was despite the FII outflows of US$ 86mn in June 12 over $58mn in May 12. After the PM has taken the Finance portfolio under his fold, there has been continuous newsflow of activity from 7 Race Course Road. European heads of states have also made some progress and taken some steps to meet each other midway. In our interaction with market participants a question that often arises is - if this is the harbinger of a new market upcycle. Our response is perhaps if not now then soon enough given the confluence of factors that make it a classic situation for equity market investing. Mass cynicism, cheap valuations and under investment in equities is a potent mix that can propel equity values higher and deliver returns outranking other major assets classes over next 3-5 years. Hence, there is a compelling case for allocating the long-term savings towards equity assets. Debt Investment Outlook Domestic Outlook Economic data in the month of June 2012 has not assuaged the sentiments much. For example, car sales which was growing at ~12% in the Mar 12 quarter, is now growing at 3% in the last 2 months. Similarly, commercial vehicle sales have decelerated from ~16% yoy to ~7% yoy for the last 2 months. We expect India s economy to grow at a modest pace around 6% for the current fiscal year. Inflation Outlook On the inflation front, headline WPI increased marginally from 7.2% in April 2012 to 7.5% in May Disappointingly, the headline WPI for the month of March 2012 was revised upwards from 6.9% to 7.7%, a sharp revision of 80bps. Overall, provisional WPI numbers have been revised upwards by an average of 50bps in the first 3 months of the year. These revisions indicate that WPI might be running closer to 8% rather than 7.2%-7.5% provisional numbers for the last 2 months. One of lead indicators for inflation, Manufacturing PMI output prices, has been moved up for last 2 months, indicating short term upward pressures on inflation. That said, non-food manufactured products inflation (RBI gauge of core inflation) has moderated from 8.4% in Nov 2011 to 4.8% in May Our sense is that there is a good probability that core inflation moderates over next 4-6 months especially due to the moderation in global commodity prices and slowdown in domestic demand. Global outlook Global markets recovered in June 2012 on expectations of stimulus from European policy makers. European leaders announced a number of steps in a summit, relaxing some conditions for supporting the economic region s banking system. While this does not address the sovereign debt problem for the problem countries (Italy, Spain, Greece), it s a step towards reaching common ground. There has been a steady deterioration in US economic data. US added only 69K jobs in May 2012 versus an average of 225K jobs in the first 3 months of the year. Not surprisingly, Fed decided to extend operation twist for 6 months with an incremental 267bn dollars in June Going forward, we expect the global situation to be volatile with policy induced market rallies interlaced with risk-off periods due to problems related to growth and leverage in both US and Europe. Central Bank Stance Our base case over last 2-3 months has been that slowing growth and moderation in core inflation will allow RBI to cut rates more aggressively (75-100bps) than what market expects over next 6-12 months. While our view remains the same, the timing of the rate cuts is a bit uncertain. As explained above, there is a good likely-hood that inflation figures for Apr-May 12 might be running closer to 8% than the % provisional numbers. Thus, RBI might delay its rate cuts by a few months till the moderation in global commodity prices and demand slowdown filters through core inflation. Overall, our expectations remain that RBI will cut repo by another bps over next 6-12 months. Bond Market Outlook Overall, there is no big change in our investment call on bonds. Our key call over last 5 months has been that current environment is better to own 1-3yr corporate bond. The key rationale predicating this view was that as RBI starts its easing cycle 2 things are likely to happen. First, liquidity conditions will ease, resulting in a compression in front end spreads; and second, as the RBI starts cutting rates the yield curve will bull steepen and thus again benefiting investors owning the front end of the yield curve. In the front end, our call that that both 3mon and 6mon rates have peaked at 11.5% in March 12 are now deep in the money. 3 and 6 month rates have rallied 235bps and 205bps respectively from the highs in March 12 and 1yr CD rates have rallied ~175bps. With 1yr bank CD rates close to 150bps over repo rate, we think there is a significant opportunity for 1-3yr rates to be bps lower over the next 6 months. On duration we have booked profits in our tactically bullish call on Gsec. The primary reason behind this view is potential for inflation to surprise on the upside in the near term and concerns regarding continuation of OMOs by RBI. 02
