1 February 2019 Commentary Diversified Real Assets Securities Strategy MARKET REVIEW Global equities continued to rally in February, with the MSCI posting a 3.1% return. By region, Europe, North America and Asia Pacific rose 3.4%, 3.3% and 1.2%, respectively. In the U.S. the S&P 500 rose 3.2%. A more dovish tone from the U.S. Federal Reserve around monetary tightening continued to lift market sentiment. During the month Fed Chairman Jerome Powell said the Federal Reserve would stop shrinking its $4 trillion balance sheet later this year. 1 Optimism around trade talks between the U.S. and China also continued to spur market expectations as headlines around progress persisted later in the month. Additionally, China indicated it would enact more stimulus measures to expand the economy. The country s banking and insurance regulator instructed banks to increase lending to private companies. 2 The yield on 10-Year U.S. Treasuries rose nine basis points, to 2.72% on February 28, Real Estate Equities The FTSE EPRA Nareit Developed Index fell 0.1% in February. By region, Europe, Asia Pacific and North America returned 1.9%, 0.4% and +0.6%, respectively. Compared with January, returns by U.S. property type were more dispersed. Hotels gained 4.0%, followed by Office (+2.0%), Residential (+1.5%), Industrial (+1.3%) and Retail (+0.4%). Sectors that declined in February included Mixed ( 4.9%), Healthcare ( 3.0%), Self Storage ( 1.1%) and Diversified ( 0.2%). 3 Infrastructure Equities The Dow Jones Brookfield Global Infrastructure and FTSE Global Core Infrastructure 50/50 Indexes rose 2.6% and 2.3%, respectively in February. All regions of the Dow Jones Brookfield Global Infrastructure Index were positive Asia Pacific returned 5.6%, Europe was up 3.0% and the Americas gained 1.9%. All sectors were also positive, led by Diversified (+5.7%), followed by Airports (+3.5%), Toll Roads (+2.8%), Oil & Gas Storage & Transportation (+2.8%), Electricity Transmission & Distribution (+2.3%), Water (+2.2%), Communications (+1.5%) and Ports (+1.2%). The Alerian MLP Index posted moderate gains, up 0.3%. Fixed Income The ICE BofAML Global High Yield and ICE BofAML Global Corporate Indexes returned 1.6% and 0.3%, respectively, in February Sector returns represented by the U.S. portion of the FTSE EPRA/Nareit Developed North America Index
2 ASSET CLASS OUTLOOK Real Estate Equities Despite increased expectations that growth may slow in the coming years, the U.S. economy remains healthy and is expected to outperform developed market peers. We do not believe a recession is imminent, but we see elevated risks that growth is likely to slow. As such, we have positioned the portfolio toward what we believe to be more conservative holdings. Within real estate, supply and demand appear relatively well balanced across most property types, and we are seeing inflationary rental growth. Leverage ratios have declined to the lowest levels ever recorded. In addition, many real estate companies have extended their average debt maturities to lock in lower-forlonger interest expenses moving forward. Our preference for companies with strong balance sheets is unchanged and we remain focused on companies with below average levels of leverage. We believe this is important from a portfolio construction standpoint in the current environment as companies with low leverage are likely to perform better if we experience a downturn in the current business cycle. Despite the year-to-date rebound in real estate equities, we still believe valuations remain compelling. We see opportunities within multifamily residential real estate. New supply appears muted and jobs growth (which is a demand driver for apartments) remains strong. However, we are closely monitoring these fundamentals as any change to either supply and demand can quickly alter sentiment in these stocks. Additionally, we see attractive discounts to net asset value (NAV) in the Office sector. In particular, we see compelling opportunities in some West Coast and Sunbelt markets. Conversely, we see fewer opportunities across the broader Retail sector. Our holdings are focused on what we believe to be the highest quality companies that operate in the most attractive markets. We are also less constructive within the Industrial sector amid lofty valuations and supply concerns. Outside the U.S., we have become slightly more positive on Hong Kong and China. Ongoing uncertainty around the U.S. and China trade dispute has led to depressed valuations in the region. However, progress made by the two countries toward a resolution, coupled with stimulus measures introduced by China could help improve sentiment and close the valuation gap. In Japan we see opportunities among developers focused on the Tokyo office market, where demand is strong for new buildings. We also see opportunities among select companies in the Tokyo residential market. We continue to be positive on the U.K. market, despite the continued uncertainty on the Brexit resolution although we have reduced retail exposure in favor of office properties where we still see good leasing demand. We have also begun to increase exposure in some Continental European markets as valuations have improved. Infrastructure Equities Fundamentals within energy infrastructure are largely unchanged and remain positive. We therefore remain optimistic and believe the underperformance of the sector in 2018 increased the attractiveness of valuations. Given the volatility within commodity markets, we recently adjusted our holdings away from companies whose cash flows tend to be more sensitive to commodity price changes. In our view, recent take-private transactions highlight the value that exists within the midstream energy sector. We also remain encouraged by the pace at which corporate governance structures are improving and shifting toward models that are less reliant on equity markets to fund growth. Additionally, recent developments around trade negotiations between the U.S. and China could benefit long-term LNG exports to Asia. We maintain our preference for utilities exposed to low-cost renewables generation, as well as those located in favorable regulatory environments. Regulatory risk remains a concern for us among Chinese utilities, where regulatory changes can be swift and unexpected. We recently added some exposure, however, as we believe visibility into some of these risks has improved. We have seen select opportunities emerge, however, as these stocks have sold off in recent months. Despite some potential political risk associated with select European utilities, we have recently added some exposure where we believe company-specific catalysts present attractive risk-adjusted opportunities. 3 Overall traffic trends in Europe remain favorable, where we prefer toll roads over airports. We recently took a more positive view on select toll roads in Brazil after meeting with management teams, in addition to the greater clarity in the market amid the election outcome. The new administration s pro-business stance has improved our outlook for the economy. Following a period of outperformance we reduced our exposure but we still maintain exposure to the region. Conversely, we reduced our exposure to Mexico after the election of President Andrés Manuel López Obrador, who announced the cancellation of the partially completed $13 billion airport in Mexico City. We have shifted our holdings among U.S. communication tower companies toward those we view to be more defensive in nature. Among satellite operators, we are monitoring developments around the C-band spectrum. The U.S. Federal Communications Commission (FCC) is considering repurposing a portion of that spectrum for next-generation 5G services; and we continue to evaluate the value of these spectrum rights. Overall, we remain optimistic on the prospect for infrastructure securities to produce attractive relative returns in the current environment. After outperforming global equities in the fourth quarter when markets declined, infrastructure securities have risen with the broader market through the first two months of the year. Despite the recent rebound, reversals can be swift. Listed infrastructure s recent performance exhibits the ability of these securities to mitigate downside risk, with an attractive upside capture compared to broader markets. Fixed Income Our outlook is little changed from last month. While spreads have tightened through the first two months of 2019, they remain near their long-term average and with U.S. Treasury yields elevated from unusually low levels, we believe investors are adequately compensated for today's credit risk. We continue to prefer high-yield corporate bonds as offering the best risk/return tradeoff, as we are concerned with the deterioration in investment-grade credit. Additionally, we have seen robust activity in the leveraged loan market, which has exhibited more concerning late-cycle issuance than the bond market. We hold a positive view toward telecommunications infrastructure. Unit growth is high, and while the introduction of 5G introduces some uncertainties, it is likely to fuel continued need for capacity and connectivity in the future. We see value in oil and gas transportation and distribution, primarily in companies with gas gathering systems. We remain underweight long-distance pipelines and commodity-linked companies. We are neutral real estate and we like gaming fundamentals due to strong underlying demand. Despite homebuilder challenges from higher mortgage rates, we see value in select companies in this space, especially in the entry level and higher end of the market. We are underweight energy exploration and production companies due to commodity price risk and what we consider to be the unfavorable business models of the frackers, who must invest heavily to keep production flowing. We are underweight metals and mining due to price weakness and linkage to global economic growth which seems to be slowing. We are underweight utilities from a valuation standpoint. OVERALL OUTLOOK From a macroeconomic perspective, our projections for global growth have been adjusted modestly lower. Notable headwinds are global trade policies, Brexit, Italy and potentially slowing growth in China. We believe the U.S. economy is fundamentally strong and likely to lead developed economies, while growth in China is likely dependent on the success of government stimulus. Recent data suggest that inflation is likely to be lower than previously anticipated. We see potential inflationary pressures from U.S. stimulus, China stimulus and tariffs. Conversely, deflationary pressures are likely to include declining oil prices, a stable U.S. labor market and slowing U.S. home price appreciation. Page 3
