17 3.2) Distribution of National Income Remember from chapter 2: Total output=total income Since factors of production determine total output, they also determine total income. Firms choose L and K to maximize profit: Profit=PF(K,L)-WL-RK Basic idea: A firm hires additional units of labor if the cost does not exceed the benefit. The same logic shows that MPK = R/P : diminishing returns to capital: MPK as K The MPK curve is the firm s demand curve for renting capital. Firms maximize profits by choosing K such that MPK = R/P. These funds become available to firms to borrow to finance investment spending. The government may also contribute to saving if it does not spend all the tax revenue it receives.
