2 1 Inroducion The collapse of Lehman Brohers and he ongoing EUR-zone sovereign deb crisis have brough he deails of CSA (Credi Suppor Anne ino sharp focus in he pricing problems of financial conracs. According o he survey recenly carried ou by KPG [8], i seems ha here is now wide recogniion among praciioners ha he appropriae discouning rae for he collaeralized deals is he corresponding collaeral rae. Since he overnigh rae is he sandard choice for he cash collaeral, i is now a marke sandard o use OIS (overnigh inde swap rae o discoun he fuure cash flows for single-currency domesic rades. However, as we have already poined ou in he work Fujii, Shimada & Takahashi (2010 [2], he choice of collaeral currency does significanly affec he price of derivaives. This is because non-zero basis spread in CCS (cross currency swap is nohing bu he difference of he relaive funding cos beween he wo currencies, which hen affecs he funding cos of a deal collaeralized by a foreign currency. The problem becomes even more complicaed when here eis muliple eligible collaeral currencies (or asses in general. The righ of he collaeral payer o choose a collaeral each ime induces cheapes-o-deliver opion o he conrac. As we have emphasized in Fujii & Takahashi (2011 [4], he value of his opion can be quie significan when he CCS marke is volaile. Considering he ongoing concern on EUR-zone deb crisis and he hisorical level of CCS basis spreads, i is easy o imagine ha hese compleiies are evoking dispues on valuaion, and hence reducing marke ransparency and liquidiy. In order o miigae he problem, ISDA (Inernaional Swaps and Derivaives Associaion is planning o release SCSA (Sandard Credi Suppor Anne [7] in I is now argued ha here will be one collaeral requiremen per currency, delivered in each currency (or convered o a single currency wih an ineres adjusmen overlay so ha here is no embedded opionaliy in collaeral agreemens. In SCSA, each rade will be assigned o one of he five DCC (Designaed Collaeral Currency Silos of G5 currencies: USD, EUR, GBP, CHF, and JPY. For a rade involves only a single currency wihin he above G5 will be assigned o he corresponding currency silo, and collaeralized by he same currency. In his case, he discouning rae is simply he OIS rae of he same currency. If a conracing pary chooses differen currency o pos, he collaeral rae will be adjused in such a way ha i gives he same economic effecs as he sandard case. Non-G5 currency as well as muliple-currency rades will be assigned o he USD silo, where he collaeralizaion is done by USD cash, or a differen currency wih adjused collaeral rae o achieve he same economic effecs. In his noe, we discuss he issues of he USD-silo valuaion framework. One possible reason ha non-g5 currencies are assigned o he USD silo is he lack of liquid domesic OIS markes for hese currencies. If SCSA becomes he dominan choice among praciioners, we need o consider he fundamenal issues, such as he swap curve consrucion, ineres raes and FX modeling under a peculiar siuaion, in which mos of he rades are collaeralized by a foreign currency (i.e. USD, and hence i is impossible o rely on he domesic OIS rae for valuaion. Alhough he heoreical background was already analyzed in our previous works, we will provide a simple closed framework paricularly for he USD silo. We have also shown ha a CCS basis spread can be inerpreed as a difference of wo swap raes. In he following, we will focus on he clean price of he 2
3 conrac wihou couner pary credi risk 1. 2 Valuaion under he foreign-currency collaeralizaion 2.1 General discussions Before going o he deails of he USD silo, le us review he valuaion under he collaeralizaion by a foreign currency. See, [2, 4] for he deails. We will assume he following condiions hroughou he paper : Full collaeralizaion (zero hreshold by cash. The collaeral is adjused coninuously wih zero minimum ransfer amoun (TA. Since he daily margin call wih zero hreshold and zero TA will be a par of SCSA, he above simplificaion will be a reasonable proy for he realiy. Now le us consider a derivaive whose payou a ime T is given by h (j (T in erms of currency j. We suppose ha currency i is used as he collaeral for he conrac. As we have menioned earlier, we are currenly assuming ha here is no swap markes collaeralized by he domesic currency. In his case, we canno separae he curve of a domesic collaeral rae (and hence overnigh rae c (j and he curve of funding spreads y (i,j, which is known o be sraighforward in he case of G5 markes. However, as we will see shorly, i is sill possible o erac all he necessarily forwards and discouning raes in he USD silo. Remark: As we have seen, he eisence of liquid shor-erm (such as omorrow-ne and spo-ne FX swap markes will be enough for he daily adjusmen of collaeral fee. However, in order o guaranee he ransparency of general valuaion of derivaives, we also need long-erm cross currency swaps o derive forward epecaions of he relevan raes. Replacing FX swaps by repo ransacions, i is easy o undersand ha he mehod eplained above can be eended o non-cash collaerals, oo. 6 Developed OIS markes in he USD silo A he momen, OIS sill lacks liquidiy relaive o he sandard IRS. However, i is reasonable o epec ha i will be more liquid as he increase of he use of cash collaeral and associaed sandard CSA in OTC and CCP markes. In many non-g5 markes, even in some of he G5, advanced foreign financial firms are playing an imporan role as dominan suppliers of derivaives. For hese players, paricularly afer SCSA gains populariy, managing he marke risks of various currencies under USD collaeralizaion will be one of heir cenral concerns. In addiion, he recogniion of non-negligible credi risk even for he banks in he LIBOR panel now calls he usefulness of LIBOR as he reference inde for he wide marke paricipans ino serious quesion. Considering he difficuly o separaely manage is embedded risks on op of hose associaed wih collaeral raes, we hink ha i is no unrealisic ha OIS (raher han IRS will gain much higher liquidiy in coming years. Based on hese consideraions, we hink i is worhwhile sudying he possible fuure developmens of USD-collaeralized OIS and CCOIS markes 7 and heir implicaions. 6.1 USD-collaeralized OIS The valuaion of his produc is done by he simple replacemen of he LIBOR in he sandard IRS eplained in Sec. 3.1 by he compounded overnigh rae, L ois. If here eiss a swapion marke on his new insrumen, i can play he same role as ha of CCS bu in a slighly simpler way. 9 Conclusion In he forhcoming SCSA, non-g5 currencies and muli-currency rades are epeced o be allocaed o he USD silo, where he conracs are collaeralized by USD or oher currencies wih appropriae collaeral rae adjusmens. In his paper, we have presened 14
15 a simple and generic valuaion framework for he clean price under he USD silo, wih deailed eplanaion for he iniial erm srucure consrucion. We have also discussed he possible ineres rae overlay mehod o make he non-usd collaeralized rade economically equivalen o hose wih he sandard USD collaeralizaion. We found ha he Cross Currency Basis can be epressed as he difference of he wo swap raes and discussed he pricing mehod of is swapion.
