1 Section 7.3: INCOME STATEMENTS OBJECTIVES Interpret and use the information on a pay stub, W-2 form, and 1099 form. 2 Gross Pay vs. Net Pay 1. Recall, gross pay is an employee s total pay, including regular and overtime hours, before taxes and other deductions are withdrawn. 2. The amount of money that the employee takes home is the net pay or take-home pay. 3. Each paycheck includes a paystub that lists gross wages and what amounts are deducted from the gross pay. Types of Paycheck Deductions 4. Some deductions from gross pay are mandatory and some deductions are voluntary: Federal Income Tax State Income Tax City Income Tax Social Security Tax Medicare Tax Disability Insurance fees Pension Plan Contributions Medical/Dental Insurance fees Flexible Spending Account Chapter 7: Income Taxes 2
3 Example 1 (a) Emma started a new job and wants to verify that her net pay has been computed correctly. Her gross pay per pay period is $ She has the following deductions: FICA (SS) tax 6.2%, Medicare tax 1.45%, federal withholding tax $38.24, state withholding tax $16.62, retirement insurance contribution $9.00, disability insurance fee $2.56, medical insurance fee $12.00, and dental insurance fee $6.00. What should her net pay be for this pay period? Example 1 (b) What percentage of Emma s gross pay for this pay period accounts for all of her deductions? Round to the nearest tenth of a percent. 4 Example 2 (a) Examine Rachel s biweekly pay stub. Assuming that Rachel s salary and deductions remain the same throughout the calendar year, how much will be taken out of her total annual gross salary for all federal and state taxes? Example 2 (b) Employees can choose to increase their tax withholding if they feel that the amount calculated for the tax deductions may not be enough to meet the total tax due at the end of the year. From her past records, Rachel knows that her total tax is usually 30% of her annual salary. At the rate of deduction shown on this pay stub, will Rachel s employer have taken enough out of each paycheck to meet her tax obligation for the year? Explain your answer. Chapter 7: Income Taxes 4
5 Tax Forms 5. The deductions for tax withholdings are based on information that employees submit on Form W-4 or Employees Withholding Allowance Certificate. 6. Federal, state, and local income taxes are withholding taxes since employers withhold these taxes and send them to the government. Social Security and Medicare payments are also withheld and sent to the government. Tax Forms 7. A Form W-2 or Wage and Tax Statement is a yearly accounting of your tax withholdings given from your employer. If you work more than one job during a tax year, you will receive a W-2 form from each employer. W-2 Forms include: Employee name and address Place of employment Social Security number Taxable income Taxes paid (federal, state, local) Chapter 7: Income Taxes 5
6 Tax Forms 8. Not all income comes from employment. People earn money from: Interest on bank accounts Stock transactions Dividends Contracted work Royalties Rental properties Unemployment benefits Disability benefits Gambling winnings Alimony payments It is up to the taxpayers to report these types of income on their yearly tax forms. Taxpayers are sent a Form 1099 that is used to report these different types of income. Unlike the W-2, income reported on a 1099 has yet to be taxed. Types of 1099 forms: Dividends & Distributions (DIV) Interest Income (INT) Real Estate (S) Social Security Benefit (SSA) Miscellaneous Income (MISC) Education Payments (Q) 1099 Form Example Chapter 7: Income Taxes 6
7 Example 3 (a) On January 30th, Joanne Toscano received this W 2 form from her employer. How much did Joanne pay in total taxes during the year? (b) What percent of Joanne s gross income did she actually take home? Other Types of Deductions 9. Tax-deferred contributions to a retirement plan can reduce your taxable income for the year by the amount deposited into a qualifying plan. For example: Your income is $50,000. You make a $5,000 contribution to a tax-deferred retirement plan. What is your taxable income after this contribution? Other benefits of a tax-deferred account: Earnings on investments are taxdeferred which means that you will not pay on your earnings until you make a withdrawal from the account. 8 Other Types of Deductions 10. A cafeteria plan provides participants an opportunity to receive certain benefits on a pre-tax basis. Section 125 of the US Tax Code outlines that employers must maintain such plans and offer employees such benefit plans. Flexible Spending Account (FSA) is an account that employees make pre-tax contributions into for eligible expenses such as: Medical payments Childcare payments Parental/Dependent care payments Adoption assistance Non-reimbursed medical insurance expenses Health savings accounts Generally, if all of the money in the account is not spent by the end of the 12-month period, the money cannot return to the employee. Example 4 (a) Amy Springfield works for Pound Ridge Financial Planners. Her employer uses an electronic W 2 form as shown below. What accounts for the difference between her wages listed in Box 1 and her Social Security and Medicare wages listed in Boxes 3 and 5? Chapter 7: Income Taxes 8
