A his ime, addressing WWR in a boh sound and racable way remains challenging: arbirage-free seups have been proposed by academic research hrough dynamic models bu are compuaionally inensive and hard o use in pracice. Tracable alernaives based on resampling echniques have been proposed by he indusry, bu hey lack mahemaical foundaions. This probably explains why WWR is no explicily handled in he Basel III regulaory framework in spie of is acknowledged imporance. The purpose of his paper is o propose a new mehod consising of an appealing compromise: we sar from a sochasic inensiy approach and end up wih a pricing problem where WWR does no ener he picure explicily. This resul is achieved hanks o a se of changes of measure: he WWR effec is now embedded in he drif of he exposure, and his adjusmen can be approximaed by a deerminisic funcion wihou affecing he level of accuracy ypically required for CVA figures. The performances of our approach are illusraed hrough an exensive comparison of Expeced Posiive Exposure EPE) profiles and CVA figures produced eiher by i) he sandard mehod relying on a full bivariae Mone Carlo framework and ii) our drif-adjusmen approximaion. Given he uncerainy inheren o CVA, he proposed mehod is believed o provide a promising way o handle WWR in a sound and racable way. Counerpary defaul risk calls for a price adjusmen when valuing OTC derivaives, called Credi Value Adjusmen CVA). This adjusmen depends on he raded porfolio Π and he counerpary C. I represens he marke value of he expeced losses on he porfolio in case C defauls prior o he porfolio mauriy T. Alernaively, his can be seen as oday s price of replacing he counerpary in he financial ransacions consiuing he porfolio, see for example [12, [14, [22. The mahemaical expression of his adjusmen can be derived in a raher easy way wihin a risk-neural pricing framework. Ye, he compuaion of he resuling condiional expecaion poses some problems when addressing Wrong- Way Risk WWR) ha is, accouning for he possible saisical dependence beween exposure and counerpary credi risk. Several echniques have been proposed o ackle his poin. A his ime, here are wo main approaches o ackle WWR: he dynamic approach eiher srucural or reduced-form) and he saic resampling) approach. The firs one provides an arbirage-free seup and is popular among academic researchers. Unforunaely, i has he major disadvanage of being compuaionally inensive and cumbersome, which makes is pracical use difficul. In spie of is significance, WWR is currenly no explicily accouned for in he Basel III regulaory framework; he lack of a reasonable alernaive o handle CVA is probably one of he reasons. In his paper, we revisi he CVA problem under WWR and propose an appealing way o handle i in a sound bu ye racable way. We show how CVA wih WWR can be wrien as CVA wihou WWR provided ha he exposure dynamics is modified accordingly. This will be achieved via a se of measures called wrong way measures. The paper is organized as follows. Secion 2 recalls he fundamenal CVA pricing formulae wih and wihou WWR. Nex, in Secion 3, we briefly review he mos popular echniques o address WWR in CVA compuaions. We hen focus on he case where defaul risk is managed in a sochasic inensiy framework and consider a Cox process seing more specifically. Secion 4 inroduces a se of new numéraires ha will generae equivalen maringale measures called wrong way measures WWM). Equipped wih hese new measures, he CVA problem wih WWR akes a similar form as he CVA problem wihou WWR, provided ha we change he measure under which one compues he expecaion of he posiive exposure. Secion 5 is dedicaed o he compuaion of he exposure dynamics under he WWM. Paricular aenion is paid o he sochasic drif adjusmen under affine inensiy models. In order o reduce he complexiy of he pricing problem, he sochasic drif adjusmen is approximaed by a deerminisic funcion; he WWR effec is hus fully encapsulaed in he exposure s drif via a deerminisic adjusmen. Finally, Secion 6 proposes an exensive analysis of he performances of he proposed approach in comparison wih he sandard sochasic inensiy mehod feauring Euler discreizaions of he bivariae sochasic differenial equaion SDE) governing he join dynamics of defaul inensiy credi spread risk) and porfolio value marke risk). 2 Counerpary risk adjusmen Define he shor risk-free) rae process r = r ) and he corresponding bank accoun numéraire B := e rsds so ha he deflaor B := B ) has dynamics : db = r B d. Depending on he sign of his relaionship and, more generally, on he join disribuion of he porfolio value and he defaul ime, his can increase or decrease he CVA; when CVA is increased, his effec is known as wrong way risk WWR). When CVA decreases, his is called righ way risk. In his paper we will use he erm wrong way risk o loosely denoe boh siuaions. In order o capure his effec, we need o model joinly exposure and credi. The firs named auhor and co-auhors pioneered he lieraure on WWR in a series of papers using a variey of modeling approaches across asse classes. In ineres rae markes, he analysis of WWR on uncollaeralized ineres rae porfolios is sudied in [16 via inensiy models for credi risk, while WWR on collaeralized ineres rae porfolios is sudied in [8. For credi markes, and uncollaeralized CDS in paricular, WWR is considered in [9, where inensiy models and copula funcions are used; WWR on collaeralized CDS wih collaeral and gap risk is sudied wih he same echnical ools in [7. WWR on commodiies, and oil swaps in paricular, has been sudied in [6 via inensiy models, and WWR on equiy is sudied in [15 resoring o analyically racable firs passage AT1P) firm value models. Mos of hese sudies are summarized in he monograph [ Two approaches for one problem Two main approaches have been proposed in he lieraure o ackle WWR. They all aim a coupling porfolio value and defaul likelihood in a racable way. The firs approach called dynamic) consiss in modeling credi worhiness using sochasic processes. Among his firs class of models one disinguish wo seups. The firs dynamic seup srucural model) relies on Meron s approach o model he firm value. Defaul is reached as soon as he firm value goes below a barrier represening he level of he firm s asses. This mehod is very popular in credi risk in general, excep for pricing purposes as i is know o underesimae shor-erm defaul see e.g. [2, 14, 15 and references herein for CVA pricing mehods using srucural credi models). The second dynamic seup reduced-form model) consiss in modeling he defaul likelihood via a sochasic inensiy process. In his seup, defaul is unpredicable; only he defaul likelihood is modeled. In he sequel we resric ourselves o sochasic inensiy models, which is he mos popular dynamic seup for CVA purposes see for insance [14,[16,[23,[26). 2 2 Noe ha oher mehodologies have been recenly proposed for credi risk modeling and CVA pricing see e.g. [29 and [24) bu hey will no be considered here. 3
4 This firs class of models is mahemaically sound in he sense ha i can be arbirage-free if handled properly. However, as poined in [26, dealing wih his addiional sochasic process may be compuaionally inensive. Hence, praciioners developed a second class of models called saic, o ge rid of hese difficulies. They consis in coupling exposure and credi using a copula, a specific funcion ha creaes a valid mulivariae disribuion from univariae ones his is no o be confused wih he copula connecing wo defaul imes ha was used for example in [7, resuling in a more rigorous formulaion in ha conex). This mehod is also known as a resampling echnique and is very popular among praciioners as i drasically simplifies he way CVA can be evaluaed under WWR. In paricular, i is numerically ineresing in he sense ha in a firs phase one can consider exposure and credi separaely, and hen, in a second phase, inroduce he dependence effec a poseriori by joining he corresponding disribuions via a copula see e.g. [26 and [28 for furher reading on his echnique). Clearly, his way o couple exposure and credi risk is somewha arificial. In paricular, i is known o suffer from poenial arbirage opporuniies, conrary o he WWR approaches lised earlier. In summary here are wo classes of models: dynamic arbirage-free models ha are compuaionally demanding and hard o use in pracice, and saic resampling models ha have no sound mahemaical jusificaion bu providing a racable alernaive for he indusry. Laer in he paper we explain how one can develop a framework encompassing he bes of boh he saic and dynamic approaches wihou heir inconveniences. In paricular, we circumven he echnical difficuly inheren o sochasic inensiy models wih he help of changes of measure. Before doing so we provide he reader wih addiional deails regarding he sochasic inensiy model seup. 3.2 CVA under a sochasic inensiy model The reduced-form approach relies on a change of filraions. Filraion G := G ) represens he oal informaion available o he invesors on he marke. In our conex, his can be viewed as all relevan asse prices and/or risk facors. This can be achieved by modeling hese processes wih e.g. correlaed Brownian moions. One can even hink of making λ a deerminisic funcion of he exposure V, as in [23. This seup has he advanage o feaure parameers ha are more inuiive from a rading or risk-managemen perspecive han an insananeous correlaion beween laen risk-facors, bu he calibraion of he inensiy process is more involved and depends on he specific porfolio composiion. As he ime- sochasic inensiy λ depends in a deerminisic way on V, he survival process S depends on he whole pah of he exposure process up o. In spie of his specificiy, his approach fis in he sochasic inensiy seup and hence fis in he class of mehods covered here. 4 The Wrong Way Measure WWM) In he general case where eq. 7) does no hold, one needs o evaluae he lef-hand expecaion, which is much more involved han he righ-hand side and is he main reason why such models are no used in pracice. Neverheless, noing ha ζ is a non-negaive uni-expecaion process, comparing eq. 2) wih eq. 6) suggess ha he problem could be addressed using change of measure echniques. In his secion, we derive a se of equivalen maringale measures allowing us o obain such a facorizaion of expecaions, even in presence of WWR. The main difference is he measure under which he expecaions appearing on he righ-hand side are aken. 4.1 Derivaion of he EPE expression in he new measure We sar by specifying a bi furher he filered probabiliy space on which all sochasic processes are defined. This is of course a major obsacle as many bivariae) sample pahs have o be drawn, poenially for large mauriies. We choose he scheme 24) which is raher sandard in pracice Discreizaion scheme for he JCIR The JCIR process can easily be simulaed by adjusing any of he above mehod for sampling a CIR process for he jumps, pah-by-pah and period-by-period. Sample pahs of he compound Poisson process are simulaed independenly, and a he end of each period feauring a jump, he corresponding CIR pahs are adjused by he associaed jump size. Because of discreizaion errors, he scheme is of course saisfacory only for ime sep δ being small enough. I is worh menioning ha Giesecke and Smelov recenly proposed in [21 an exac scheme o sample jump diffusions: he sandard error look comparable o a naive discreizaion bu he compuaional ime is cu by more han 75% and more ineresingly, he bias is killed. We rely on he sandard discreizaion algorihm in his paper as our focus is precisely o propose a mehod allowing one o ge rid of inensiy simulaion. 6.3 Wrong-way EPE profiles From he counerpary risk pricing poin of view only CVA ha is, he inegral of he EPE profile wih respec o he survival probabiliy curve maers. Ye, [ i is ineresing o firs have a look a he EPE profiles under wrong-way risk, i.e. a EPE) = E B V + B ζ as deerminisic funcions of ime. This helps geing an idea of how good he change-of-measure echnique is combined wih he deerminisic approximaion of he drif adjusmen) no a he aggregae level, bu for he exposure a a specific ime. This is imporan for analyss monioring counerpary exposure, and more generally for riskmanagemen purposes. Therefore in his secion we provide EPE profiles for specific parameer values of he exposure and sochasic inensiy processes. The parameer values are chosen such ha specific EPE shapes are generaed e.g. exposure profiles being no a monoonic funcion of correlaion). This proves paricularly ineresing as i allows us o analyze wheher he drif-adjusmen mehod is able o reproduce he subleies of hese profiles, like asymmery and crossings for example. Figure 3 below shows EPE profiles for Gaussian forward-ype or equiy reurn) exposures for he CIR ++ µ λ s = κθ λ s ) and σs λ = σ λ λ s ) wih σ λ x) = σ λ x). We have considered CIR and CIR ++ here for inensiies, bu one migh also wish o consider oher affine models. Shifed OU also known as Hull-Whie) is one of hem. This exremely racable model is very popular for ineres-raes modeling. However, as his is a Gaussian process, i is no appropriae for defaul inensiies or posiive exposures given he possibiliy of negaive values. More specifically, Q-EPE can be compued semi-analyically in he case of Gaussian exposures and OU dynamics for inensiies in which case CVA can indeed become negaive, which is clearly wrong see e.g. [29). By conras, expressions of he form E P [V + will of course always be non-negaive, whaever he measure P so ha here is no hope ha he WWM approach will agree wih he resuls found by compuing he EPE under Q direcly. The reason for his mismach is of course ha he choice of he numéraire is no valid in his case as i is no guaraneed o be posiive. However, he change-of-measure echnique is accepable when he process parameers are such ha λ akes negaive values wih very small probabiliy, a leas when V is posiive posiive ). We do no discuss furher he resuls corresponding o OU inensiies. Anoher possible model is JCIR or is shifed version JCIR ++ ).
