1 AFFINE LIBOR MODELS WITH MULTIPLE CURVES: THEORY, EXAMPLES AND CALIBRATION ZORANA GRBAC, ANTONIS PAPAPANTOLEON, JOHN SCHOENMAKERS, AND DAVID SKOVMAND arxv:45.245v4 q-fn.mf] 6 Aug 25 Absrac. We nroduce a mulple curve framework ha combnes racable dynamcs and sem-analyc prcng formulas wh posve neres raes and bass spreads. Negaves raes and posve spreads can also be accommodaed n hs framework. The dynamcs of OIS and LIBOR raes are specfed followng he mehodology of he affne LIBOR models and are drven by he wde and fleble class of affne processes. The affne propery s preserved under forward measures, whch allows us o derve Fourer prcng formulas for caps, swapons and bass swapons. A model specfcaon wh dependen LIBOR raes s developed, ha allows for an effcen and accurae calbraon o a sysem of caple prces.. Inroducon The recen fnancal crss has led o paradgm shfng evens n neres rae markes because subsanal spreads have appeared beween raes ha used o be closely mached; see Fgure. for an llusraon. We can observe, for eample, ha before he cred crunch he spread beween he hree monh LIBOR and he correspondng Overngh Indeed Swap OIS rae was nonzero, however could be safely dsregarded as neglgble. The same s rue for he hree monh vs s monh bass swap spread. However, snce Augus 27 hese spreads have been evolvng randomly over me, are subsanally oo large o be negleced, and also depend on he enor lengh. Therefore, he assumpon of a sngle neres rae curve ha could be used boh for dscounng and for generang fuure cash flows was serously challenged, whch led o he nroducon of he so-called mulple curve neres rae models. In he mulple curve framework, one curve s used for dscounng purposes, where he usual choce s he OIS curve, and hen as many LIBOR curves as marke enors e.g. m, 3m, 6m and y are bul for generang fuure cash flows. The dfference beween he OIS and each LIBOR rae s usually called bass spread or smply bass. There are several ways of modelng he curves and dfferen defnons of he spread. One approach s o model he OIS and LIBOR raes drecly whch leads o racable prcng formulas, bu he sgn of he spread s more dffcul o conrol and may become negave. Anoher 2 Mahemacs Subjec Classfcaon. 9G3, 9G2, 6G44. Key words and phrases. Mulple curve models, LIBOR, OIS, bass spread, affne LIBOR models, caps, swapons, bass swapons, calbraon. 2 2 Z. GRBAC, A. PAPAPANTOLEON, J. SCHOENMAKERS, AND D. SKOVMAND approach s o model he OIS and he spread drecly and nfer he dynamcs of he LIBOR; hs grans he posvy of he spread, bu prcng formulas are generally less racable. We refer o Mercuro 2b, pp. -2 for a dealed dscusson of he advanages and dsadvanages of each approach. Moreover, here es varous defnons of he spread: an addve spread s used e.g. by Mercuro 2a, a mulplcave spread was proposed by Henrard 2, whle an nsananeous spread was used by Andersen and Perbarg 2; we refer o Mercuro and Xe 22 for a dscusson of he mers of each defnon. The leraure on mulple curve models s growng rapdly and he dfferen models proposed can be classfed n one of he caegores descrbed above. Moreover, dependng on he modelng approach, one can also dsngush beween shor rae models, Heah Jarrow Moron HJM models and LIBOR marke models LMM wh mulple curves. The spreads appearng as modelng quanes n he shor rae and he HJM models are, by he very naure of hese models, nsananeous and gven n addve form. We refer o Banche and Morn 23 for a dealed overvew of several mulple curve models. In he shor rae framework, we menon Kenyon 2, Kjma, Tanaka, and Wong 29 and Morno and Runggalder 24, where he addve shor rae spread s modeled, whch leads o mulplcave adjusmens for neres rae dervave prces. HJM-ype models have been proposed e.g. by Fuj, Shmada, and Takahash 2, Crépey, Grbac, and Nguyen 22, Moren and Pallavcn 24, Crépey, Grbac, Ngor, and Skovmand 25a and Cuchero, Fonana, and Gnoao 24. The models by Mercuro 29, Banche 2 where an analogy wh he cross-currency marke has been eploed and Henrard 2 are developed n he LMM seup, whle mulple curve eensons of he Flesaker and Hughson 996 framework have been proposed n Nguyen and Sefred 25 and Crépey, Macrna, Nguyen, and Skovmand 25b. Typcally, mulple curve models address he ssue of dfferen neres rae curves under he same currency, however, he paper by Fuj e al. 2 sudes a mulple curve model n a cross-currency seup. Flpovć and Trolle 23 offer a horough economerc analyss of he mulple curve phenomena and decompose he spread no a cred rsk and a lqudy rsk componen. In recen work, Gallschke, Müller, and Sefred 24 consruc a srucural model for nerbank raes, whch provdes an endogenous eplanaon for he emergence of bass spreads. Anoher mporan change due o he crss s he emergence of sgnfcan counerpary rsk n fnancal markes. In hs paper, we consder he clean valuaon of neres rae dervaves meanng ha we do no ake no accoun he defaul rsk of he counerpares nvolved n a conrac. As eplaned n Crépey e al. 25a and Morno and Runggalder 24, hs s suffcen for calbraon o marke daa whch correspond o fully collaeralzed conracs. The prce adjusmens due o counerpary and fundng rsk for wo parcular counerpares can hen be obaned on op of he clean prces, cf. Crépey e al. 25a, Crépey e al. 25b, and n parcular Papapanoleon and Wardenga 25 for compuaons n affne LIBOR models. Le us also menon ha here es varous oher frameworks n he leraure where dfferen curves have been modeled smulaneously, for eample when dealng wh cross-currency markes cf. e.g. Amn and Jarrow 99 or when consderng cred rsk cf. e.g. he book by Beleck and Rukowsk

Spread developmen from January 24 o Aprl The models n he mulple curve world ofen draw nspraon from hese frameworks. The am of hs paper s o develop a mulple curve LIBOR model ha combnes racable model dynamcs and sem-analyc prcng formulas wh posve neres raes and bass spreads. The framework of he affne LIBOR models proposed by Keller-Ressel, Papapanoleon, and Techmann 23 urns ou o be alor-made for hs ask, snce allows us o model drecly LIBOR raes ha are greaer han her OIS counerpars. In oher words, he nonnegavy of spreads s auomacally ensured. Smulaneously, he dynamcs are drven by he wde and fleble class of affne processes. Smlar o he sngle curve case, he affne propery s preserved under all forward measures, whch leads o sem-analycal prcng formulas for lqud neres rae dervaves. In parcular, he prcng of caples s as easy as n he sngle curve seup, whle he model srucure allows o derve effcen and accurae appromaons for he prcng of swapons and bass swapons usng a lnearzaon of he eercse boundary. In addon, he model offers adequae calbraon resuls o a sysem of caple prces for varous srkes and maures. The paper s organzed as follows: n Secon 2 we revew he man properes of affne processes and he consrucon of ordered marngales greaer han one. Secon 3 nroduces he mulple curve neres rae seng. The mulple curve affne LIBOR model s presened n Secon 4 and s man properes are dscussed, n parcular he ably o produce posve raes and spreads and he analycal racably.e. he preservaon of he affne propery. A model ha allows for negave neres raes and posve spreads s also presened. In Secon 5 we sudy he connecon beween he class of affne LIBOR models and he class of LIBOR marke models drven by semmarngales. Secons 6 and 7 are devoed o he valuaon of he mos lqud neres rae dervaves such as

In Secon 8 we consruc a mulple curve affne LIBOR model where raes are drven by common and dosyncrac facors and calbrae hs o marke daa. Moreover, we es numercally he accuracy of he swapon and bass swapon appromaon formulas. Secon 9 conans some concludng remarks and commens on fuure research. Fnally, Append A provdes an eplc formula for he ermnal correlaon beween LIBOR raes. 2. Affne processes Ths secon provdes a bref revew of he man properes of affne processes and he consrucon of ordered marngales greaer han one. Consder he random varable YT u := e u,x T. Snce u I T R d we have ha YT u s greaer han one and negrable. Then, from he Markov propery of X, 2.2 and he ower propery of condonal epecaons we deduce ha M u = IE e u,x T F ] = ep φt u + ψ T u, X, 2.9 s a marngale. A mulple curve LIBOR seng We begn by nroducng he noaon and he man conceps of mulple curve LIBOR models. We wll follow he approach nroduced n Mercuro 2a, whch has become he ndusry sandard n he meanme. The fac ha LIBOR-OIS spreads are now enor-dependen means ha we canno work wh a sngle enor srucure any longer. Hence, we sar wh a dscree, equdsan me srucure T = { = T < T < < T N }, where T k, k K := {,..., N}, denoe he maures of he asses raded n he marke. We denoe he enor lengh by δ = Tk T k, for every X. Le K := {, 2,..., N } denoe he collecon of all subscrps relaed o he enor srucure T. We assume ha T T and TN = T N for all X. 8 8 Z. GRBAC, A. PAPAPANTOLEON, J. SCHOENMAKERS, AND D. SKOVMAND A model for he dynamc evoluon of he OIS and LIBOR raes, and hus also of her spread, should sasfy ceran condons whch sem from economc reasonng, arbrage requremens and her respecve defnons. These are, n general, conssen wh marke observaons. We formulae hem below as model requremens: M F k and F k MIP k, for all X, k K,, T k ]. M2 L k and L k MIP k, for all X, k K,, T k ]. M3 S k and S k MIP k, for all X, k K,, T k ]. Here MIP k denoes he se of IP k -marngales. Remark 3.8. If he addve spread s posve he mulplcave spread s also posve and vce versa. 4. The mulple curve affne LIBOR model We descrbe ne he affne LIBOR model for he mulple curve neres rae seng and analyze s man properes. In parcular, we show ha hs model produces posve raes and spreads,.e. sasfes he modelng requremens M M3 and s analycally racable. In hs framework, OIS and LIBOR raes are modeled n he spr of he affne LIBOR model nroduced by Keller- Ressel e al. 23. Le X be an affne process defned on Ω, F, F, IP N, sasfyng Assumpon A and sarng a he canoncal value. Consder a fed X and he assocaed enor srucure T. We consruc wo famles of paramerzed marngales followng Lemma 2.2: ake wo sequences of vecors u k k K and vk k K, and defne he IP N-marngales M u k and M v k va M u k = ep φ TN u k + ψ T N u k, X, 4. and M v k = ep φ TN vk + ψ T N vk, X. 4.2 The mulple curve affne LIBOR model posulaes ha he OIS and he LI- BOR raes assocaed wh he -enor evolve accordng o + δ F k u k M = M u k and + δ L k v k M = M u k, 4.3 for every k = 2,..., N and, T k ]. In he followng hree proposons, we show how o consruc a mulple curve affne LIBOR model from any gven nal erm srucure of OIS and LIBOR raes. Proposon 4.. Consder he me srucure T, le B, T l, l K, be he nal erm srucure of non-negave OIS dscoun facors and assume ha B, T B, T N. Then he followng saemens hold: If γ X > B, T /B, T N, hen here ess a decreasng sequence u u 2 u N = n I T R d, such ha M u l = B, T l B, T N for all l K. 4.4

Proof. See Proposon 6. n Keller-Ressel e al. 23. Afer fng he nal erm srucure of OIS dscoun facors, we wan o f he nal erm srucure of LIBOR raes, whch s now enor-dependen. Thus, for each k K, we se u k := u l, 4.5 where l K s such ha T l = Tk ; see Remark 3.2. In general, we have ha l = kt /T, whle n he seng of Eample 3. we smply have l = k,.e. u k = u k. Proposon 4.2. Consder he seng of Proposon 4., he fed X and he correspondng enor srucure T. Le L k, k K, be he nal erm srucure of non-negave LIBOR raes and assume ha for every k K The followng saemens hold: L k δ B, T k B, T k = Fk. 4.6 If γ X > ma k K + δ L k B, T k /B, T N, hen here ess a sequence v, v 2,..., v N = n I T R d, such ha v k u k and M v k = + δ L k+ M u k+, for all k K \{N }. 4.7 In parcular, f γ X =, hen he mulple curve affne LIBOR model can f any nal erm srucure of LIBOR raes. 2 If X s one-dmensonal, he sequence vk k K s unque. 3 If all nal spreads are posve, hen vk > u k, for all k K \{N }. Proof. Smlarly o he prevous proposon, by fng he nal LIBOR raes we oban a sequence vk k K whch sasfes 3. The nequaly v k u k follows drecly from 4.6. Proposon 4.3. Consder he seng of he prevous proposons. Then we have: F k and L k are IP k -marngales, for every k K. 2 L k F k, for every k K,, T k ]. Proof. Snce M u k and M v k are IP N -marngales and he densy process relang he measures IP N and IP k s provded by we ge from 4.3 ha dip k F = B, T N B, Tk dip N B, Tk B, T N = M u k, 4.8 M u k + δ F k MIP k because + δ F k M u k = M u k MIPN. 4.9

Moreover, from he nequaly vk u k ogeher wh 2. agan, follows ha M v k M u k, for all k K. Hence, + δ L k + δ F k. Therefore, he OIS raes, he LIBOR raes and he correspondng spreads are non-negave IP k -marngales. Remark 4.4. The above proposons provde he heorecal consrucon of affne LIBOR models wh mulple curves, gven nal erm srucures of OIS bond prces B, Tk and LIBOR raes L k, for any X and k K. The nal erm srucures deermne he sequences u k and v k, bu no n a unque way, as soon as he dmenson of he drvng process s srcly greaer han one, whch wll ypcally be he case n applcaons. Ths provdes pleny of freedom n he mplemenaon of he model. For eample, seng some componens of he vecors u k and v k equal o zero allows o eclude he correspondng componens of he drvng processes and hus decde whch componens of he drvng process X wll affec he OIS raes, respecvely he LIBOR raes. Moreover, f he componens of X are assumed muually ndependen, one can creae a facor model wh common and dosyncrac componens for each OIS and LIBOR rae, as well as varous oher specfc srucures. In Secon 8. we presen more deals on hs ssue, see Remark 8. n parcular. Remark 4.5. Le us now look more closely a he relaonshp beween he sequences vk and u k. Proposons 4. and 4.2 mply ha u k u k and vk u k for all k K. However, we do no know he orderng of vk and u k, or wheher he sequence v k s monoone or no. The marke daa for LIBOR spreads ndcae ha n a normal marke suaon vk u k, u k ]. More precsely, on he one hand, we have vk u k because he LIBOR spreads are nonnegave. On he oher hand, f vk > u k, hen he LIBOR rae would be more han wo mes hgher han he OIS rae spannng an nerval wce as long, sarng a he same dae. Ths conradcs normal marke behavor, hence vk u k, u k ] and consequenly he sequence v k wll also be decreasng. Ths orderng of he parameers vk and u k s llusraed n Fgure 4.3 op graph. However, he normal marke suaon alernaes wh an ereme suaon, where he spread s hgher han he OIS rae. In he boom graph of Fgure 4.3 we plo anoher possble orderng of he parameers vk and u k correspondng o such a case of very hgh spreads. Inuvely speakng, he value of he correspondng model spread depends on he dsance beween he parameers vk and u k, alhough n a non-lnear fashon. The ne resul concerns an mporan propery of he mulple curve affne LIBOR model, namely s analycal racably n he sense ha he model srucure s preserved under dfferen forward measures. More precsely, he process X remans affne under any forward measure, alhough s characerscs become me-dependen. We refer o Flpovć 25 for me-nhomogeneous affne processes. Usng he densy process beween he forward measures, see 4.8, we have ha IE k e w,x ] F s = IEN e w,x ] M u k /M u k s F s = IE N ep φ TN u k + ψ T N u k + w, X F s ]/M u k s = ep φ TN u k φ T N su k + φ sψ TN u k + w ep ψ s ψ TN u k + w ψ T N su k, X s, 4.4 where he above epecaon s fne for every w I k, ; recall 2.. Ths shows ha X s a me-nhomogeneous affne process under IP k, whle 4. follows by subsung s = n 4.4 and usng he flow equaons 2.5. Remark 4.7. The preservaon of he affne propery of he drvng process under all forward measures s a sably propery shared by all forward prce models n whch he process + δ Fk = B,T k B,Tk s modeled as a deermnsc eponenal ransformaon of he drvng process. Ths s relaed o he densy process of he measure change beween subsequen forward measures gven eacly as dip k dip = B,T k B,T k F B,Tk k B,Tk = +δf k +δ Fk, see 4.8, whch s of he same eponenal form, and guaranees ha when performng a measure change he drvng process remans n he same class. We refer o Eberlen
12 2 Z. GRBAC, A. PAPAPANTOLEON, J. SCHOENMAKERS, AND D. SKOVMAND and Kluge 27 for an eample of a forward prce model drven by a menhomogeneous Lévy process under all forward measures. The models n he spr of he LIBOR marke model LMM, where s raher he forward rae F k whch s modeled as an eponenal, do no possess hs propery. The measure change n hese models yelds he sochasc erms δ F k +δ F k appearng n he characerscs of he drvng process more precsely, n he drf and n he compensaor of he random measure of jumps under any forward measure dfferen from he ermnal one, whch desroys he analycal racably of he model. The racably s ofen re-esablshed by freezng he value of hese erms a her nal value δ Fk +δ Fk an appromaon referred o as freezng he drf. Ths appromaon s wdely known o be unrelable n many realsc sengs; cf. Papapanoleon, Schoenmakers, and Skovmand 22 and he references heren. On he oher hand, n LMMs he posvy of he rae Fk s ensured, whch n general may no be he case n he forward prce models. Due o her specfc consrucon, he affne LIBOR models are able o reconcle boh of hese properes: he posvy of he rae Fk and he srucure preservaon for he drvng process under all forward measures. We refer he neresed reader o a dealed dscusson on hs ssue n Secon 3 of Keller-Ressel e al. 23. Fnally, should be emphaszed ha n he curren marke suaon he observed OIS raes have also negave values, bu hs suaon can easly be ncluded n he affne LIBOR models; cf. Secon 4. below. Remark 4.8 Sngle curve and deermnsc spread. The mulple curve affne LIBOR model easly reduces o s sngle curve counerpar cf. Keller-Ressel e al. 23 by seng v k = u k for all X and k K. Anoher neresng queson s wheher he spread can be deermnsc or, smlarly, wheher he LIBOR rae can be a deermnsc ransformaon of he OIS rae. Consder, for eample, a 2-dmensonal drvng process X = X, X 2 where X s an arbrary affne process and X 2 he consan process.e. X 2 X 2. Then, by seng u k = u,k, and v k = u,k, v 2,k where u,k, v 2,k > we arrve a + δ L k = + δ F k ev 2,k X2. Therefore, he LIBOR rae s a deermnsc ransformaon of he OIS rae, alhough he spread Sk as defned n 3.5 s no deermnsc. In ha case, he mulplcave spread Rk defned n 3.6 s obvously deermnsc. 4.. A model wh negave raes and posve spreads. The mulple curve affne LIBOR model produces posve raes and spreads, whch s conssen wh he ypcal marke observaons. However, n he curren marke envronmen negave raes have been observed, whle he spreads sll reman posve. Negave neres raes as well as spreads, f needed can be easly accommodaed n hs seup by consderng, for eample, affne processes on R d nsead of R d or shfed posve affne processes where suppx a, d wh a <.
13 AFFINE LIBOR MODELS WITH MULTIPLE CURVES 3 In order o llusrae he flebly of he affne LIBOR models, we provde below an eplc specfcaon whch allows for negave OIS raes, whle sll preservng he posve spreads. I s based on a parcular choce of he drvng process and suable assumpons on he vecors u k and v k. Recall from Remark 4.4 ha f he drvng process s muldmensonal, we have a ceran freedom n he choce of he parameers u k and v k when fng he nal erm srucure, ha we shall eplo here. Sarng from he affne LIBOR model n 4.3, we have an epresson for he OIS raes Fk and we wll derve an epresson for he mulplcave spreads R k as defned n 3.6. We choose he mulplcave spreads as a more convenen quany nsead of he addve spreads Sk n 3.5, bu obvously he addve spreads can easly be recovered from he mulplcave spreads and he OIS raes, and vce versa, by combnng 3.5 and 3.6. Moreover, he wo spreads always have he same sgn,.e. Rk f and only f S k. The model specfcaon below allows n addon o ensure he monooncy of he spreads wh respec o he enor lengh, whch s also a feaure ypcally observed n he markes. More precsely, hs means ha for any wo enors T and T 2 such ha T 2 T,.e. such ha δ δ 2, he spreads have he followng propery: for all k K and j K 2 such ha T k, T k T 2 j, T 2 j wh T k = T 2 j, we have R k R 2 j, for all T k. Tha s, he spreads are lower for shorer enor lenghs. For eample, a 3-monh spread s lower han a 6-monh spread for a 6-monh perod sarng a he same me as he 3-monh perod. Accordng o 4.3, he OIS rae Fk, for every X and every k K, s provded by + δ F k u k M = M u k, 4.5 where we noe ha u k = u l, for l such ha Tk = T l. Ths process s a IP k - marngale by consrucon. The mulplcave spreads Rk ake now he form + δ Rk = + δ L k + δ Fk = M vk, 4.6 M u k whch s a IP k -marngale by consrucon. Le us now presen a possble choce of he drvng process whch allows o accommodae Fk R, whle keepng R k R, as well as ensurng he monooncy of he spreads wh respec o he enor lengh. We assume ha he nal erm srucure of forward OIS raes Fk R and of mulplcave spreads Rk R are gven, for every fed and all k K. Moreover, we assume ha he nal spreads are monoone wh respec o he enor,.e. for every wo enors and 2 such ha δ δ 2, we have R k R 2 j, for all k K and j K 2 wh T k = T 2 j. In order o f deas, we shall consder only a 2-dmensonal affne process X = X, X 2 on he sae space R R such ha X and X 2 are ndependen. The consrucon can easly be eended o d-dmensonal affne processes
14 4 Z. GRBAC, A. PAPAPANTOLEON, J. SCHOENMAKERS, AND D. SKOVMAND on R n R m, wh n + m = d, such ha he frs n componens are ndependen of he las m componens. The forward OIS raes wll be drven by boh componens of he drvng process X and for he spreads we shall use only he second componen X 2, whch akes values n R, o ensure he nonnegavy. Ths can be acheved by mposng approprae assumpons on he parameers vk. We spl he consrucon n wo seps. Se. Gven he nal erm srucure of forward OIS raes Fk R, for every fed and all k K, we apply Proposon 4. and fnd a sequence u k R R such ha he model 4.5 fs he nal erm srucure. Noe ha u k, k K, do no have o be ordered and Fk R, for any. Sep 2. Ne, gven he nal erm srucure of mulplcave spreads Rk R, for every fed and all k K, we calculae he nal LIBOR raes L k usng 3.6. Applyng Proposon 4.2 we can fnd a sequence vk R R such ha for each k K, vk = v,k, v 2,k sasfes v,k = u,k and he model 4.6 fs he nal erm srucure. Noe ha even hough we fed here he frs componen v,k of each of he vecors v k, Proposon 4.2 ensures ha he nal erm srucure can be fed usng only he second componens v2,k. Ths yelds v + δ Rk k M = M u k ep φ T N u,k +φ2 T N v 2,k +ψ T N u,k X +ψt 2 N v 2,k X2 = ep φ T N u,k +φ2 T N u 2,k +ψ T N u,k X +ψ2 T N u 2,k X2 ep φ 2 T N v 2,k + ψ2 T N v 2,k X2 =, 4.7 ep φ 2 T N u 2,k + ψ2 T N u 2,k X2 due o he ndependence of X and X 2, see Keller-Ressel 28, Prop Therefore, Rk s drven only by X2 and he fac ha he nal values Rk R mples ha v2,k u 2,k for all k. Consequenly, we have R k R, for all, whch follows mmedaely from 4.7. Fnally, remans o show ha he monooncy of he nal spreads wh respec o he enor R mples he monooncy a all mes, k R 2 j R k R 2 j, for all, 2 and k, j as above. Frs noe ha T k = T 2 T l mples u k = u 2 j = u l and consequenly M u k j = = M u2 j. 4.8 Hence, R k R v 2 j mples ha necessarly M k M v2 j by 4.6. Ths n urn yelds v k v 2 j, or more precsely v 2,k v 2 2,j snce v,k = u,k = u 2,j = v 2,j. As a consequence, R k R 2 j, for all, snce due o δ R k = M v k M u k M v 2 j M u 2 j = + δ R 2 j,
15 AFFINE LIBOR MODELS WITH MULTIPLE CURVES 5 5. Connecon o LIBOR marke models In hs secon, we wll clarfy he relaonshp beween he affne LIBOR models and he classcal LIBOR marke models, cf. Sandmann, Sondermann, and Mlersen 995 and Brace, G aarek, and Musela 997, and also Mercuro 2a for he eenson of he LIBOR marke models o mulple curves. Ths relaonshp has no ye been nvesgaed even n he sngle-curve framework of Keller-Ressel e al. 23. More precsely, we wll embed he mulple curve affne LIBOR model 4.3 n he general semmarngale LIBOR marke model of Jamshdan 997 and derve he correspondng dynamcs of OIS and LIBOR raes. We shall concenrae on affne dffuson processes for he sake of smplcy, n order o epose he deas whou oo many echncal deals. The generalzaon o affne processes wh jumps s sraghforward and lef o he neresed reader. An affne dffuson process on he sae space D = R d s he soluon X = X of he SDE dx = b + BX d + σx dw N, X =, 5. where W N s a d-dmensonal IP N -Brownan moon. The coeffcens b, B = β,..., β d and σ have o sasfy he admssbly condons for affne dffusons on R d, see Flpovć 29, Ch.. Tha s, he drf vecors sasfy b R d, β R and β j R for all, j d, j, 5.2 where β j denoes he j-h elemen of he column vecor β. We sar by compung he dynamcs of OIS raes. As n he prevous secon, we consder a fed X and he assocaed enor srucure T. Usng he srucure of he IP N -marngale M u k n 4., we have ha dm u k = M u k ψ TN u k dx +... d. 5.6 Hence, applyng Iô s produc rule o 4.3 and usng 5.6 yelds ha dfk = d M u k δ M u k = M u k ψtn u δ M u k ψ T N u k dx +... d k = δ + δ F k ψ TN u k ψ T N u k dx +... d.
16 6 Z. GRBAC, A. PAPAPANTOLEON, J. SCHOENMAKERS, AND D. SKOVMAND Therefore, he OIS raes sasfy he followng SDE df k F k = + δ F k δ F k ψtn u k ψ T N u k dx +... d 5.7 for all k = 2,..., N. Now, usng he dynamcs of he affne process X from 5.5 we arrve a dfk Fk = + δ Fk δ Fk = + δ F k δ F k d ψ TN u k ψ T N u k dx +... d = d ψ TN u k ψ T N u k X σ dw N +... d = =: Γ,k dw N +... d, 5.8 where we defne he volaly srucure Γ,k = + δ Fk d ψ δ Fk TN u k ψ T N u k X σ R d. 5.9 = On he oher hand, we know from he general heory of dscreely compounded forward raes cf. Therefore, we ge mmedaely ha he IP k -Brownan moon W,k s relaed o he ermnal Brownan moon W N va he equaly W,k := W N = W N N l=k+ N d l=k+ = δ F l + δ F l Γ,l d ψ TN u l ψ T N u l X σ d. 5. The las equaon provdes an alernave proof o Proposon 4.6 n he seng of affne dffusons, snce shows eplcly ha X s a me-nhomogeneous affne dffuson process under IP k. One should also noe d
