1 For American Non-Pilots October 2017 Newsletter September 24, 2017 The market continued setting records in September and shrugged off many of the market headwinds we outlined last month. Our current 401k portfolios continue to overweight bonds and cash as we still see many economic growth issues in the 4 th quarter. The great news is that while we ve reduced risk in the model portfolios, they all showed excellent performance during the past month and for all of See the performance updates on page 5 the Aggressive Portfolio (with lower risk than the S&P 500) continues to outperform the Index for both the year and the past 12 months. For the coming month, there are no major changes in the model portfolios although we are moving any cash/money market balances in the Moderate and Conservative Portfolios to the Diversified Bond. Help Hotline: We help new subscribers get started and help current subscribers get back on track or mike@eztracker401k.com Portfolio Update on page 2 Market News This month we re looking at trends that are starting to build in the market and that could have implications for the EZTracker model portfolios this fall. The Advance/Decline Line. Last month we talked about the advance decline line breaking a nine-month uptrend. As a result, we cut equity assets in favor of cash and bonds. Certainly, the safe decision to preserve gains and protect assets. Over the last month we have seen the market begin to rotate to different sectors. Financials and Energy are making headway. As this rotation begins and as bond yields begin to march higher, we are beginning to rotate back into equity as evidenced in the ETF Portfolios but not yet in the 401k portfolios as this rotation is just beginning. When we see Small Cap and Value assets taking hold we will begin the process of buying these asset classes as part of the 401k portfolios. Tech sector weakness. While the stock market is holding up and continuing to set new record highs, some rotations are going on beneath the surface. One is the rotation out of large cap tech stocks, former market leaders, into cheaper parts of the market like financials, small caps, and transports. Three stocks (Apple, Amazon, Google) account for 60% of the so-called FAANG stocks which had been market leaders. Part of the recent tech selling is tied to the rebound in bond yields and expectations for another rate hike this year. That also explains why investors are buying financials and small caps. The EZTracker ETF Newsletter is buying into the financials this month and waiting for small caps and value stocks to improve. Rising energy prices could boost inflation. A continuation of this trend could encourage a more hawkish Fed and increase the odds for more rate hikes. That wouldn't be good for technology stocks but may explain why energy and financials have been the strongest performers this month -- and why money coming out of techs is moving into undervalued energy and financial stocks. Small Caps benefit from rising rates. Rising bond yields boost financial stocks like banks and insurers. Rising bond yields, however, are also helping boost small cap stocks. Small caps are also one of the beneficiaries of money rotating out of expensive large cap tech stocks and into cheaper stocks. But there's more to it; small stocks are benefiting from the rotation into financial stocks (resulting from higher bond yields). A jump in yields after last November s election coincided with a big jump in small cap relative performance. Declining bond yields since the start of year helped produce relative small cap weakness. This month, however, bond yields and small cap performance are rising together. Continued on page 4 Help a Friend: Tell your friends about how EZTracker can help them with their 401k. 4 Continued from page 1 Value Shares are gaining ground. "Value" stocks have lagged far behind "growth" stocks this year. This is especially true with small caps. But that may be changing. The charts below show the Russell Indices for the major growth and value segments. Growth has been aided by an overweight in technology and healthcare, thus the superior returns YTD. Value with a higher weighting to financials and lower weighting to technology has reversed the pattern in the past month. Value stocks, especially small cap value, are also highly valued by bargain hunters who are looking for opportunities in what may be an overvalued market. Please update your portfolio every month to stay in tune with market movements and rotations % Return September % Return Large Cap Growth Large Cap Value Mid Cap Growth Mid Cap Value Large Cap Growth Large Cap Value Mid Cap Growth Mid Cap Value 5 Small Cap Growth 1 Small Cap Growth 0 Small Cap Value 0 Small Cap Value Watching Bonds A critical sign for the long-run bull market is the low interest rate environment. Even with rate increases that started in December 2015, we re still at historically very low levels. With the frequency of Fed rate increases accelerating, the danger is that investors will sell short-term Treasuries and buy longer-term bonds. Typically, there is a yield advantage for longer term bonds; it s the premium investors demand for holding bonds for a longertime. The major indicator to watch is the spread between 10-year Treasury Bonds and 2-year Treasury Bonds. In 2014 the spread was over 2.5%, currently it s under 1%. The last two times the yield curve inverted (the two-year yielding more than the 10-year) was in the years 2000 and 2006 before each of the last recessions. It s something we ll be watching closely.
