Short Term Rates blew up with CD rates up by 75100 bps in a span of 30 days. Oneyear OIS shot up by 40 bps to 6.80 approximately. A number of factors were responsible for liquidity tightness ranging from skewed liquidity in the system due to 11 banks put under Prompt Corrective Action (PCA). These banks have stopped lending activity and were not allowed to invest in money markets or mutual funds. They could deploy only with RBI as Reverse Repo. The spill over was seen transferring to NBFC and private banks who had to aggressively raise money to lend to entities who had their lines with those 11 banks. Moreover, due to this there was a massive pullback in credit and lot of lower rated corporates with no NPA were not able to raise money from banking system. Another factor that caused liquidity to tighten was the increase in Liquidity Cash Ratio (LCR) requirement from 80% to 90%. This created estimated 22.5% additional HighQuality Liquid Asset requirement as a percentage of NDTL, due to which many banks were forced to issue CDs in 3 months to 1year category. There was also massive currency outflow from both debt and equity by FII and as a result RBI had to intervene in the currency market which also dried out rupee liquidity. Capital flows: FIIs were net sellers in the equity to the tune of 10,060 crores (USD 1490 million) in May 2018. Cumulative, FIIs sold equity worth 1,222 crores (USD 137 million) in last twelve months i.e. from June17 to May18 and DII bought equity worth 1,33,419 crores (USD 20.58 billion) for the same period. (As on 31st May 2018, Source: SEBI) (May 2018 Avg. 1 USD = INR 67.54) Outlook India April 2018 headline CPI inflation came at 4.58% YOY from 4.28% in the previous month with Core Inflation printing 5.92% YOY from 5.37% in March 2018. With Crude prices surging to almost USD 80 per barrel, there was a danger to our CPI inflation, Current account Deficit (CAD) and Fiscal deficit. Although Oil prices retreated after Russia and Saudi Arabia decided to increase supply, actual result is to be seen on June 22nd OPEC meeting. In recently concluded Q4FY18 quarter, the India's top 500 companies excluding financial sector reported sales growth of 7.2% yoy which is up for second consecutive quarter though net profit has shown degrowth of 7.2% yoy. Profitability was pulled down by lower operating margins, lower than expected volume growth and higher interest cost for manufacturing companies. The profit margins have also seen a dip to 6.6%, down approximately 100bps. Only the consumer demand has been the bright spot for the corporate India. In the bi Monthly RBI Policy, there was a unanimous decision by Monetary Policy Committee (MPC) to hike Policy rate by 25 bps citing concerns over rising inflationary pressures, particularly Core inflation. It revised its CPI inflation forecast to 4.84.9% in H1FY19 and 4.7% for H2FY19. GDP forecast has been maintained at 7.4% for FY19 citing improvements in capacity utilization and increasing investment activity. MPC's rate hike can be considered as a dovish hike as the stance and tone was largely neutral. June would mark beginning of monsoon in Indian subcontinent. IMD has already forecasted above normal monsoon (97% of longperiod average) for 2018, spelling good news for farmers and this will bring better business prospects for various sectors. The forecast is critical to the government's hopes of achieving a projected growth rate of more than 7.5% as a good harvest could lift rural incomes and boost spending on consumer goods. Agriculture and allied sectors should see increased positive activity due to better monsoon prospects for FY19. Outlook Though MPC has started the rate hike cycle, next rate hike could be in the second half of the fiscal year after MPC has clarity on the Inflation trajectory, Crude Oil prices, Monsoon distribution and MSP price revision. EQUITY Market Review However, in time to come, we expect CPI inflation to surge up from the current 4.6% in April 2018 led by higher food, pickup in economic activity and imported inflation. This means CPI inflation trajectory is likely to remain well above the RBI's target rate of 4% in next 12months leading to the RBI most likely increasing repo rates in next 6 months. For Equity markets, rising costled inflation rather than demandled inflation would be margin dilutive and it will bring back the discussion on pricing power ability on the table. Moreover, the combined effect of increased cost of capital and INR depreciation likely to have negative implications on domestic and FII flows with effect on multiples. We see FY19 to be a phase of better earnings but volatile returns. As a fund house, we continue to believe consumer centric players with strong distribution networks, differentiated products, no regulatory overhang on manufacturing units, strong urban base and clear competitive advantage are better placed to tide over any market volatility. In month of May, market witnessed global uncertainties led by US pulling out from international nuclear deal, rising crude prices as well as domestic uncertainties driven by weak 4Q corporate results and political uncertainty in Karnataka. Amid all these uncertainties, SENSEX was flat 0.5% for month of May. On the economy front, March IIP growth moderated to a fivemonth low of 4.4% led largely by a slowdown in the manufacturing sector. CPI inflation rose to 4.58% in April from 4.28% in March. WPI inflation rose sharply to 3.18% in April as against 2.47% in March. FY2018 GDP growth came in at 6.7% compared to 7.1% in 2017.
