MARKET REVIEW EQUITY MARKET REVIEW After a long gloomy atmosphere in the equity market during the first half of the year, October 2011 was a bit sunny. All the domestic as well as international major indices have seen an uptick during the month and Sensex and Nifty has gained around 7.6-7.8%. Shri Eiichi Oka CIO - Equity Shri V. Chandrasekaran CIO - Debt While all the sectors had positive movement during last month, Capital Goods has experienced least rise with 2.1% followed by Healthcare, Banking and Oil & Gas sectors with 4.6%, 5.6% and 5.8% rise respectively. sector has gained 11.5% followed by IT, Realty, Metals and FMCG. However, concerns over slow economic growth, high interest rates and high inflation remains. Core Sector growth during September 2011 had witnessed 2.35% YoY growth as against 3.68% during August 2011 and 7.78% during July 2011. The index of industrial production has grown by 4.1% during August 2011, a shade higher than revised July 2011 figure of 3.8%. Another 25 basis points increase in REPO rate by RBI in October 2011 during the Second Quarter Monetary Policy Review has made the cost of funds higher. The market is expecting this increase as the last one. RBI has revised down the GDP growth forecast to 7.6% while they expect the inflation should start declining by December 2011 and gradually will be stable at 7% by March 2012. The central bank has deregulated the Savings Bank Account interest rate. Government has increased the borrowing target during 2nd half of the year by `53000 Cr without changing the fiscal deficit numbers. The market is expecting the fiscal deficit to touch 5.5% of the GDP as against budgeted 4.6% on account of higher oil subsidy and lower tax revenue. After a long spell of being net sellers, FIIs have turned out to be net buyers during October 2011, buying net equity shares worth `1677.40 Cr. On the other hand domestic mutual funds continued to be net sellers. They sold net equity shares worth `361.70 Cr Outlook In October, due to the progress of discussions on the measures to address the European debt problems, there was a return of capital to risky assets. The European summit actually agreed the measures to resolve the problems, but the effective implementation of any plan seems to be challenging. The solutions will be perceived as painful, and thus downward pressure will remain on the economy. On the domestic front, inflation seems to have been sticky, but it is expected to peak out due to commodity price fall and the economic slowdown. It is likely to pave the way for RBI to shift the monetary policy stance. Valuations remain inexpensive relative to its history, so that the current market still seems to offer investment opportunity for long-term investment. DEBT MARKET REVIEW The Reserve Bank of India has been grappling with inflation for quite some time and the month of September 2011 was no different. Inflation for the month of September 2011 was at 9.72% compared to 9.78% for the month of August 2011.Against this backdrop, RBI continued with its anti inflationary stance and raised policy rates by 25 bps as on 25 October 2011. RBI increased the Repo rate by 25 bps to 8.50%. The reverse repo rate under the LAF, determined with a spread of 100 basis points below the repo rate, automatically stands at 7.50%. Further the RBI has also deregulated savings bank interest rates with immediate effect. Each bank will offer uniform rate on savings bank upto Rs 1 lakh. may provide differential rates on savings bank over ` 1 lakh. India's food inflation continued with its upward climb and was recorded at 11.43 percent for the week ended Oct 15 2011. The soaring food inflation comes even as the Reserve Bank of India (RBI) hiked key interest rates for the 13th straight time on 25 October 2011. The growth of Indian economy decelerated to 7.7 per cent in the April-June quarter of 2011-12 from 7.8 per cent in the previous quarter. Industrial growth, as measured by the index of industrial production, decelerated to 5.6 per cent during April-August 2011, down from 8.7 per cent in the corresponding period of last year. The below table gives RBI's policy rate hikes (in bps) at a glance: *The bracketed figures show Reverse repo and Repo in percentage term. issued 3-months CDs in the range of 9.20% -9.25% The 10-year bond (7.80% GS 2021) yield ended at 8.88% as on 31 October 2011. The 10-year AAA Corporate Bond yield was at 9.74% as on 31 October 2011. Outlook Inflation would remain the primary concern of the Reserve Bank of India in the coming months. The headline WPI inflation has remained stubbornly high averaging 9.6 per cent during the financial year so far. The behaviour of crude prices will be a crucial factor in shaping the outlook of domestic inflation in the near future. WPI is expected to decline further and reach around 7% levels by March 2012.Upon realisation of its inflation forecast, rbi is expected to pause the rate hike cycle. 3
