Chandrasekaran CIO - Debt Shri Nobutaka Kitajima CIO - Equity DEBT MARKET REVIEW Further to our outlook last month, the short term yields indeed firmed up and long term yields softened a bit in the month of February 2013. The strategy of keeping a lower duration did benefit our long term schemes. Our short term schemes which attracted inflows in the beginning of February did better than earlier month as funds were locked in relatively higher yielding instruments. Following movements took place in the month of February 2013: lthe Call, Repo & CBLO rates were at 7.95%, 8.87% & 7.77% respectively. lthe 1 year and 5 year OIS ended at 7.62% (7.63%) & 7.24% (7.25%) respectively. lrbi infused Rs. 1,03,640 crores in the repo auction and absorbed Rs 2990 crores in the reverse repo auction on 1st March 2013. lpsu bank issued 3 months and 1 year CD in the range of 9.55% - 9.57% and 9.34% - 9.39% respectively. lthe 10 year bond (8.15% GS 2022) ended at 7.90% up by 2 bps. lcorporate bonds yields soften across maturities. lgovernment cash balances are speculated to have gone up to Rs 100,000 crores as of last week. The rising cash balance of the government is sucking out liquidity from the system at a time of advance tax outflows in mid March. Advance tax outflows coupled with high government cash balances and fiscal year end demand for funds could push up liquidity deficit closer to Rs 200,000 crores. However if governments starts spending, such an impact may not be there. lmoney market securities bore the brunt of expected liquidity tightness. One year CD (Certificate of Deposit) yields rose by 25bps week on week to close at 9.40% levels as markets demanded higher liquidity premium to lend to banks. One year CD yields have gone up by around 90bps over the last two months on the back of liquidity issues. CD yields will be pressured until mid March after which yields will start dropping as markets position for lower rates in April 2013. lcorporate bond yields rose week on week on the back of liquidity worries. Five and ten year benchmark AAA corporate bond yields rose around 10bps each and yields closed at 8.82% and 8.80% respectively. Five and ten year credit spreads rose by 13bps and 6bps respectively to close at 86bps levels. Credit spreads will stay pressured until mid March on expectations of tight liquidity conditions. lwith the announcement of Union Budget 2013-14 in the midst of raging fiscal deficit, lower confidence and nearing elections, Rs 12517 crores are to be infused in 13 PSU banks by March 2013 and further Rs 14000 crores infusion are provided. This will help increase investor confidence. lthe government has planned to borrow Rs 5,79,000 Crores from the market in F.Y 2013-04 which is in tune with market expectations. lto increase participation and channelize savings into the stock markets, reforms are taken by deepening the Indian capital market, encouraging participation for FII's and channelizing savings through liberalizing RGESS, inflationary index bonds, simplifying investor KYC process. lfurther with this budget, stock market will be allowed to have dedicated debt segment on which the banks/primary dealers would be proprietary members and Insurance companies, PF's, Pension Fund would be allowed to trade directly. MF distributors would be allowed to become members and trade in the MF segment of the stock exchange. This will encourage greater participation, liquidity & depth and will be beneficial for participants in terms of increase in reach and competitive cost. Outlok: With the quarter end redemption pressure in Mutual Funds and advance tax outflows, the short term liquidity situation remains tight. Increased government spending could provide some respite. We expect further rally in long term yields with growing rate cut expectations in the RBI policy on 19th March. EQUITY MARKET REVIEW The equity market saw sharp correction in the month of February with Sensex and Nifty losing 5.2% and 5.7% each respectively. The Union Budget failed to cheer the market in the absence of any big-bang reforms. Global cues were also back in focus this month with Italy facing the prospect of a hung parliament and talks of quantitative easing coming to an end in the US. Dec IIP disappointed the market coming in at -0.6% vs. consensus of 1.1%. Among the sectors IT continued to outperform in February with large cap names Infosys, HCLT and TCS all putting up a strong show. Bankex was down 10% with SBI's quarterly earnings falling short of expectations on the asset quality. BSE Capital goods, metal and oil & gas index were each down 14%, 15% and 8% respectively. The smallcap and midcap stocks saw sharp correction in the month of February with BSE Smallcap index correcting by 13% and the midcap index correcting by 10%. Capital flows The FIIs were net buyers during February to the tune of Rs 24439crore. FII have invested to the tune of Rs 156746crore in equity market while selling stocks worth Rs 110248crore making net investment of Rs46498.20crore in FY13. (Source: SEBI) Outlook Index Price as on 31/01 /2013 1Month Absolute Return S&P CNX Nifty The key event in the month of March is the policy meet on the 19th, in which we could see further easing of the rates by the RBI. Post budget focus is likely to be on revival of investments in the economy. Co-ordinated efforts from various ministries to drive the investment cycle will be awaited by the markets. The fourth quarter 2012-13 advance tax payments are due on the 15th of March. Growth in advance tax payments may indicate that corporate are doing better than what they did last year. On the global front March 2013 will see a new government in Italy. The month will also see kicking in of USD 85 billion spending cuts in the US (also known as the "Sequester"). Lower government spending in the US is likely to place jobs at risk leading to a weak job market and worries on US consumer confidence. US policy makers will also have to pass a bill to allow the government to spend as the temporary increase in borrowing limits passed in January 2013 ends in March. Markets will watch for any action by US policy makers on the same. Japan will get a new central bank chief in March.
