Sectors & Industries SPOTTING TRENDS Q4 2017 With each ebb and flow in the market, trends emerge that present opportunities for investors provided they have the necessary tools for action. Because firms are closely aligned to specific economic variables and business cycles, sectorbased strategies can help investors align portfolios with market events and seek to harness macro trends or shifts in fundamentals. Heading into next quarter, we see three prevailing market trends and believe investors should consider tactically positioning with these SPDR ETFs: Improving Profitability on Regulatory Catalysts KBE SPDR S&P Bank ETF Increasing Defense Spending XAR SPDR S&P Aerospace & Defense ETF Secular Growth at a Reasonable Price XBI SPDR S&P Biotech ETF

IMPROVING PROFITABILITY ON REGULATORY CATALYSTS In June, all 34 major US banks passed the Fed s annual stress tests for the first time in seven years, giving banks the go ahead to further raise dividends and/or accelerate share buyback programs next year. 1 Even if Congress fails to overhaul financial regulations, regulatory relief could still occur. The sweeping turnover of regulatory agency leadership next year is likely to lead to more relaxed capital requirements resulting in faster return of capital to shareholders. In addition to the improving shareholder returns, banks may present a value opportunity. Banks are trading near the bottom 10th percentile Price-to-Book valuation relative to the broader market over the last two decades. 2 To position for easing financial regulation and improving shareholder returns consider an allocation to Banks. INCREASING DEFENSE SPENDING The Senate passed the National Defense Authorization Act (NDAA) bill which would authorize $695.9 billion in funding for the Department of Defense for fiscal year 2018, backing President Trump s call for a bigger, stronger military and exceeding fiscal year 2017 defense spending by 12%. 3 Global defense spending also has come to an inflection point, rising for a second consecutive year for the first time since 2011. 4 Increasing geopolitical tensions in Asia-Pacific and Trump calling for more spending by NATO members may support increased military spending in the coming years. 5 Firms within the aerospace & defense industry have started seeing increased earnings and sales growth, as shown in Figure 2, and may benefit from the next cycle of defense spending. To position for the next cycle of defense spending, consider an allocation to Aerospace & Defense firms. SECULAR GROWTH AT A REASONABLE PRICE Supported by the industry s strong product pipeline and easing political rhetoric on drug pricing, earnings and sales prospects of biotech stocks have become more upbeat. The upgrade over downgrade ratio for both earnings and sales reached the highest level in Q3 2017 since Q1 2016, as shown in Figure 3. 6 Even with this year s strong performance, industry valuations still look attractive, trading at more than 25% below the 15-year average based on historical and forward priceto-earnings ratios. 7 The aging population continues to need more medical treatment and innovation. Biotech companies may benefit from this demographic shift and offer a strong secular growth opportunity for investors with higher risk tolerance. To position for long-term demographic shifts and secular growth at a reasonable price, consider an allocation to Biotech.
