After sluggish trading at the start of the year, oil regained its momentum in February and recorded a big jump in recent weeks as the oil market seems to regain balance with shrinking supply and rising demand. The most important catalyst was OPEC s historic deal to curtail its oil production for the first time in eight years that has infused strong confidence in the energy sector. This sent oil prices soaring, making the investment case for energy ETFs extremely bullish. As a result, IEO currently has a Zacks ETF Rank of 3 or Hold rating with a High risk outlook. Key Points Less popular and less liquid US energy ETF Concentrated exposure to large cap stocks Modest expense ratio and trading cost Reasons to Buy Reasons to Sell Booming shale oil and Lower oil prices and gas business and OPEC global threats of deal slowdown

Holdings Breakdown The ETF is highly concentrated on the top firm Conocophillips at 10.3% of the total asset, followed by EOG Resources with a 9.4% share. Other firms hold less than 6.9% share in the basket. Large caps dominate the return, accounting for 66% share, while mid and small caps take the remaining portion. Though oil & gas exploration & production takes the lion s share at 76.8%, oil refining & marketing accounts for a decent 19.6% share of the fund s basket. Performance Like many other funds in the space, IEO was off to a terrible start touching a 52-week low in late January. After that, it showed some momentum in a few sessions and witnessed volatility throughout the first 10 months. In November, the fund started trending up and recently hit a new 52-week high of $67.33. The ETF is up 24.4% so far this year and has a decent dividend yield of 1.20% per annum. The ETF holds 53 stocks in its basket. Analysis This ETF is appropriate for investors seeking exposure to the oil & gas exploration & production segment of the U.S. energy market with focus on large cap equities. The fund is relatively expensive compared to many others in the space, charging 44 bps in fees per year from investors. Additionally, the product has a relatively wide bid/ask spread thanks to its good average daily volume of nearly 135,000 shares. With total assets of over $378.8 million, IEO is a relatively less popular and less liquid ETF in the energy space.

Detailed Analysis The ETF could be a great pick to play the oil exploration and production corner of the broad energy space. Currently, the outlook for oil and energy sector seems extremely bullish. This is because the Organization of the Petroleum Exporting Countries (OPEC) reached a historic deal to cap its oil production for the first time in eight years. The cartel, which accounts for one-third of the global output, will reduce production by 1.2 million barrels per day from the current 33.6 million barrels for six months starting in January 2017. As per the International Energy Agency (IEA), the oil market will regain its balance and shift from surplus to deficit very quickly in 2017 if the deal is implemented. This will end the two-year crude-oil rout and stabilize the oil market. It will revitalize growth in the battered energy sector and lift the economies of oil-rich countries like Russia and Saudi Arabia., While OPEC and some non-opec production is expected to decline starting January, U.S. production has been declining over the past few months. On the other hand, demand for oil across the globe seems to be improving gradually. The positive demand/supply trends would push oil prices and the related ETFs higher at least in the short term. Given this, the energy space will likely see some upside in the coming months and investors can easily tap this with the help of ETFs. Here, we profile the two oil exploration and production funds and compare these with IEO to find out whether it is an intriguing option to play the energy rebound when it happens. Let s have a look at the alternatives: SPDR S&P Oil & Gas Exploration & Production ETF (XOP) This fund tracks the S&P Oil & Gas Exploration & Production Select Industry Index. Holding 60 stocks in its portfolio, the product provides a well-diversified exposure across a number of firms with each holding less than 2.9% of the total assets. About three-fourth of the portfolio goes to exploration and production firms while refining and marketing, and integrated oil & gas take the remainder. The fund is well spread out across the market spectrum with 35% share in small caps, 33% in mid-caps and the rest in large caps. The ETF has amassed $1.8 billion in its asset base and trades in heavy volume of around 16.4 million shares per day. It charges 35 bps in annual fees from investors and has gained 40.1% so far this year. The fund has a Zacks ETF Rank of 3. PowerShares Dynamic Energy Exploration & Production ETF (PXE) This fund manages a $66.8 million asset base and provides exposure to a small basket of 32 stocks by tracking the Dynamic Energy Exploration & Production Intellidex Index. It is pretty well spread out across various securities as none of these holds more than 5.2% share. Further, it is widely diversified across various market caps with 48% in large caps, 27% in small caps and the rest in mid caps. Here, about half of the portfolio is concentrated in exploration and production companies and the rest in refining and marketing, and integrated oil & gas. The product charges a high fee of 75 bps per year and trades in a light volume of around 15,000 shares a day. The product is up 15% in the year-to-date time frame and holds a Zacks ETF Rank of 3. Our View Comparing all the three funds, XOP could make for a compelling choice because it is highly traded and is the most popular choice in the oil & gas exploration slice of the energy space. Additionally, it has lower initial fees and its low bid/ask spread makes it worth playing. On the other hand, moderate trading volume for IEO and low trading volume for PXE compel investors to pay more in the form of a wide bid/ask spread, increasing the cost of total trading for the two funds. Further, when looking at the holdings, XOP has higher diversification benefits with concentration risk of only 6.38%. This is well below 18.69% for IEO and 10.31% for PXE.
