1 PRICING AMERICAN OPTIONS FOR JUMP DIFFUSIONS BY ITERATING OPTIMAL STOPPING PROBLEMS FOR DIFFUSIONS ERHAN BAYRAKTAR AND HAO XING arxiv: v5 [cs.ce] 3 Dec 2008 Abstract. We approximate the price of the America put for jump diffusios by a sequece of fuctios, which are computed iteratively. This sequece coverges to the price fuctio uiformly ad expoetially fast. Each elemet of the approximatig sequece solves a optimal stoppig problem for geometric Browia motio, ad ca be umerically computed usig the classical fiite differece methods. We prove the covergece of this umerical scheme ad preset examples to illustrate its performace. 1. Itroductio Jump diffusio models are heavily used i modelig stock prices sice they ca capture the excess kurtosis ad skewess of the stock price returs, ad they ca produce the smile i the implied volatility curve (see [10]). Two well-kow examples of these models are i) the model of [18], i which the jump sizes are log-ormally distributed, ad ii) the model of [17], i which the logarithm of jump sizes have the so called double expoetial distributio. Based o the results of [6] we propose a umerical algorithm to calculate the America optio prices for jump diffusio models ad aalyze the covergece behavior of this algorithm. As observed by [6], we ca costruct a icreasig sequece of fuctios, which are value fuctios of optimal stoppig problems (see (2.8) ad also (2.11)), that coverge to the price fuctio of the America put optio uiformly ad expoetially fast. Because each elemet of this sequece solves a optimal stoppig problem it shares the same regularity properties, such as covexity ad smoothess, with the origial price fuctio. Eve the correspodig free boudaries have the same smoothess properties (whe they have a discotiuity, which ca oly happe at maturity, the magitude of the discotiuity is the same; see (2.13)). Therefore, the elemets i this approximatig sequece provide a good imitatio to the value fuctio besides beig close to it umerically (see Remark 2.1). O the other had, each of these fuctios ca be represeted as classical solutios of free boudary problems (see (2.9)) for geometric Browia motio, ad therefore ca be implemeted usig classical fiite differece methods. We build a iterative umerical algorithm based o discretizig these free boudary problems (see (3.10)). Whe the mesh sizes are fixed, we show that the iterative sequece we costructed is mootoous ad coverges uiformly ad expoetially fast (see Propositio 3.3). We also show, i a rather direct way, that whe the mesh sizes go to zero our algorithm coverges to the true price fuctio (see Propositio 3.4). The pricig i the cotext of jump models is difficult sice the prices of optios satisfy itegro-partial differetial equatios (itegro-pdes), i.e. they have o-local itegral terms, ad the usual fiite-differece methods are ot directly applicable because the itegral term leads to full matrices. Recetly there has bee a lot of iterest i developig umerical algorithms for pricig i jump models, see e.g. [1], [2], [4], [9], [11], [13], [14], [16], [17], [19], [23], amog them [2], [9], [13] ad [14] treated specific or geeral jump models with ifiite activity jumps. These algorithms have bee extesively discussed i Chapter 12 of [10]. I this paper, relyig o the results of [6] as Key words ad phrases. 2 2 ERHAN BAYRAKTAR AND HAO XING described above, we give a efficiet umerical algorithm (ad aalyze its error versus accuracy characteristics) to efficietly compute America optio prices for jump diffusio models with fiite activity. Oe ca hadle ifiite activity models by icreasig the volatility coefficiet appropriately as suggested o p. 417 of [10]. A ideal umerical algorithm, which is most ofte a iterative scheme, *should mootoically coverge to the true price uiformly (across time ad space) ad expoetially fast*, that is, the error bouds should be very tight. This is the oly way oe ca be sure that the price output of the algorithm is close to the true price after a reasoable amout of rutime ad without havig to compare the price obtaied from the algorithm to other algorithms output. It is also desirable to obtai a scheme **that does ot deviate from the umerical pricig schemes, such as fiite differece methods, that were developed for models that do ot accout for jumps**. Fiacial egieers workig i the idustry are already familiar with fiite differece schemes such as projected successive over relaxatio, PSOR, (see e.g. [20]) ad Brea-Schwartz algorithm (see [8] ad [15]) to solve the partial differetial equatios associated with free boudary problems, but may ot be familiar with the itricacies ivolved i solvig itegro-partial differetial equatios developed i the literature. It would be ideal for them if they could use what they already kow with oly a slight modificatio to solve for the prices i a jump diffusio model. I this paper, we develop a algorithm which establishes both * ad **. I Sectio 4, we will ame this algorithm, depedig o which classical method we use to solve the sparse liear systems i (3.10), as either Iterated PSOR or Iterated Brea-Schwartz. I the ext sectio we itroduce a sequece of optimal stoppig problems that approximate the price fuctio of the America optios, ad discuss their properties. I Sectio 3, we itroduce a umerical algorithm ad aalyze its covergece properties. I the last sectio we give umerical examples to illustrate the competitiveess of our algorithm ad price America, Barrier ad Europea optios for the models of [17] ad [18]. 2. The term o the right-had-side of (2.9) ca be computed either usig Mote-Carlo or a umerical itegrator (we use the umerical itegratio with the Fast Fourier Trasformatio (FFT) i our examples). Note that the usual values of T for the traded optios is 0.25, 0.5, 0.75, 1 year. Remark 2.1. The approximatig sequece {v } 0 goes beyod approximatig the value fuctio V. A Numerical Algorithm ad its covergece aalysis 3.1. The umerical algorithm. I this sectio, we will discretize the algorithm itroduced i the last sectio ad give more details. Note that umerically solvig the system (3.5) is difficult due to the cotributio of the itegral term Ĩũ. [20]). Remark 3.1. We will iterate (3.10) to approximate the solutio of (3.5), which ca be see as a global fixed poit iteratio algorithm. This global fixed poit algorithm is differet from the local fixed poit algorithm i [11], where d Hallui et al. implemeted the Crak Nicolso time steppig of a o-liear itegro-partial differetial equatio comig from a alterative represetatio (due to the pealty method) of the America optio price fuctio. Also see [12] for the case of Europea optios. Note that discretizig the o-liear PDE that arises from the pealized formulatio itroduces a extra error. We work with the variatioal formulatio directly. Each ũ approximates u, which itself is the value fuctio of a optimal stoppig problem, ad as we have discussed i Remark 2.1 provides a good imitatio of the America optio price fuctio. Each of these iteratios provide strictly decreasig free boudary curves with the same regularity ad jump properties as the free boudary curve for the America optio price fuctio, see Remarks 2.1 ad 4.2. The approximatig sequece i [11] does ot carry the same meaig, it is a techical step to carry out the Crak Nicolso time steppig of their o-liear itegro-pde Covergece of the Numerical Algorithm. I the followig, we will show the covergece of the umerical algorithm for the completely implicit Euler scheme (θ = 1). We first show that {ũ } 0 is a mootoe icreasig sequece. Extra care has to be give to make the approximatig sequece mootoe i the pealty formulatio of [11] (see Remark 4.3 o page 341), but the mootoicity comes out aturally i our formulatio. Next, we prove that the sequece {ũ } 0 is uiformly bouded above by the strike price K ad coverges to ũ at a expoetial rate. At last, we will argue that as the mesh sizes x ad t go to zero ũ coverges to the America optio value fuctio u. First, we compare the prices we obtai to the prices obtaied i the literature. To demostrate our competitiveess we also list the time it takes to obtai the prices for certai accuracy. We will use either the PSOR or the Brea- Schwartz algorithm to solve the sparse liear system i (3.10); see Remark 4.1. All our computatios are performed with C++ o a Petium IV, 3.0 GHz machie. I Table 1, we take the jump distributio F to be the double expoetial distributio F(dz) = ( pη 1 e η1z 1 {z 0} +(1 p)η 2 e η2z 1 {z<0} ) dz. (4.1) We compare our performace with that of [17] ad [16]. [17] obtai a approximate America optio price formula, for by reducig the itegro-pde equatio V satisfied to a itegro-ode followig [5]. This approximatio is accurate for small ad large maturities. Also, they do ot provide error bouds, the magitude of which might deped o the parameters of the problem, therefore oe might ot be able to use this price approximatio without the guidace of aother umerical scheme. A more accurate umerical scheme usig a approximatio to the exercise boudary ad Laplace trasform was later developed by [16]. Our performace has the same order of magitude as theirs. Our method s advatage is that it works for a more geeral jump distributio ad we do ot have to assume a double expoetial distributio for jumps as [17] ad [16] do. I Table 2 we compute the prices of America ad Europea optios i a Merto jump diffusio model, i which the jump distributio F is specified to be the Gaussia distributio F(dz) = ( ) 1 (z µ) 2 exp 2π σ 2 σ 2 dz. (4.2) We list the accuracy ad time characteristics of the proposed umerical algorithm algorithm. We compare our prices to the oes obtaied by [11, 12]. [11] used a pealty method to approximate the America optio price, while we aalyze the variatioal iequalities directly (see (3.5) ad (3.10)). Moreover, our approximatig sequece is mootoe (see Propositio 3.1). I Table 3, We also list the approximated prices of Barrier optios. We compare the prices we obtai with [19] where a Mote Carlo method is used. We do ot list the time it takes for the alterative algorithms i Tables 2 ad 3 either because they are ot listed i the origial papers or they take ureasoably log time. I Table 4, we list the umerical covergece of the proposed algorithm algorithm with respect to grid sizes. We choose Crak-Nicolso scheme with θ = 1/2 i (3.10) ad solve the sparse liear system by either the Bera- Schwartz algorithm or the PSOR. Remark 4.1. Here we will aalyze the complexity of our algorithm. Let us fix x/ t as a costat ad choose the umber of grid poit i x to be N. For each time step, usig the FFT to calculate the itegral term i (3.10) costs O(N log N) computatios. O the other had, the Brea-Schwartz algorithm, which uses the LU decompositio to solve the sparse liear system i (3.10) (see [15] pp. 283), eeds 2N computatios for each time step. However, PSOR eeds C N computatios for each time step to solve (3.10) at each time step. Here, C is the umber of iteratios PSOR requires to coverge to a fixed small error tolerace ǫ. We will see i the followig that PSOR is umerically more expesive tha the Brea-Schwartz algorithm.

All the figures are obtaied for a America put optio i the case of the double expoetial jump with K = 100, S 0 = 100, T = 0.25, r = 0.05, σ = 0.2, λ = 3, p = 0.6, η 1 = 25 ad η 2 = 25 (the same parameters are used i the 8th row of Table 1) at a sigle ru. Remark 4.2. (i) I Figure 1, we show, how V(S,0) depeds o the time to maturity, ad that it fits smoothly to the put-pay-off fuctio at s(0) (the exercise boudary). The y-axis is the differece betwee the optio price ad the pay-off fuctio. As the time to maturity icreases, the optio price V(S,0) icreases while the exercise boudary s(0) decreases. Eve though the stock price process has jumps, the optio price smoothly fits the pay-off fuctio at s(0), as i the classical Black-Scholes case without the jumps. (ii) I Figure 2, we illustrate the covergece of the exercise boudaries t s (t), 1. We ca see from the figure that all s (t) are covex fuctios. Also, the sequece {s } 1 is a mootoe decreasig sequece, which implies that the cotiuatio regio is gettig larger, ad that the covergece of the free boudary sequece is fast. Moreover, we otice that, whe the parameters are chose such that (2.12) is satisfied, the free boudaries are discotiuous at the maturity time. I additio, we have s(t ) = s (T ) = S < K, where S
