It reles on several restrctve assumptons such as completeness, and frctonless of the market as well as the assumpton on the underlyng asset prce dynamcs followng a geometrc Brownan moton. The man purpose of ths paper s to generalze the classcal Black Scholes model for prcng dervatve securtes by takng nto account feedback effects due to an nfluence of a large trader on the underlyng asset prce dynamcs exhbtng random jumps. The assumpton that an nvestor can trade large amounts of assets wthout affectng the underlyng asset prce tself s usually not satsfed, especally n llqud markets. We generalze the Frey Stremme nonlnear opton prcng model for the case the underlyng asset follows a Lévy stochastc process wth jumps. We derve and analyze a fully nonlnear parabolc partal-ntegro dfferental equaton for the prce of the opton contract. We propose a sem-mplct numercal dscretzaton scheme and perform varous numercal experments showng nfluence of a large trader and ntensty of jumps on the opton prce. Introducton Over recent decades, the Black Scholes model and ts generalzatons become wdely used n fnancal markets because of ts smplcty and exstence of the analytc formula for prcng European style optons. Accordng to the classcal theory developed by Black, Scholes and Merton the prce V (t, S of an opton n a stylzed fnancal market at tme t [, T and the underlyng asset prce S can be computed as a soluton to the lnear Black Scholes parabolc equaton: t (t, S σ2 S 2 2 V (t, S + rs (t, S rv (t, S =, t [, T, S >. 2 from stock markets observatons ndcates that ths model s not the most realstc one, snce t assumes that the market s lqud, complete, frctonless and wthout transacton costs. We also recall that the lnear Black Scholes equaton provdes a soluton correspondng to a perfectly replcated portfolo whch need not be a desrable property. In the last two decades some of these assumptons have been relaxed n order to model, for nstance, the presence of transacton costs (see e.g. Kwok [1 and Avellaneda and Paras [2, feedback and llqud market effects due to large traders choosng gven stock-tradng strateges (Schönbucher and Wllmott [13, Frey and Pate [7, Frey and Stremme [6, rsk from the unprotected portfolo (Jandačka and Ševčovč [8. In all aforementoned generalzatons of the lnear Black Scholes equaton (1 the constant volatlty σ s replaced by a nonlnear functon σ(s S 2 V dependng on the second dervatve 2 V of the opton prce tself. In the class of generalzed Black Scholes equaton wth such a nonlnear dffuson functon, an mportant role s played by the nonlnear Black Scholes model derved by Frey and Stremme n [8 (see also [7,[5. In ths model the asset dynamcs takes nto account the presence of feedback effects due to a large trader choosng hs/her stock-tradng strategy (see also [13. The dffuson coeffcent s agan non-constant: σ(s 2 SV 2 = σ 2 ( 1 ϱs 2 SV 2, (2 where σ, ϱ > are constants. Another mportant drecton n generalzng the orgnal Black Scholes equaton arses from the fact that the sample paths of a Brownan moton are contnuous, but the realzed stock prce of a typcal company exhbts random jumps over the ntraday scale, makng the prce trajectores dscontnuous. In the classcal Black Scholes model the underlyng asset prce process s assumed to follow a geometrc Brownan moton. However the emprcal dstrbuton of stock returns exhbts fat tals. Several alternatves have been proposed n the lterature for the generalzaton of ths model. The models wth jumps and dffuson can, at least n part, solve the problems nherent to the lnear Black Scholes model and they have also an mportant role n the optons market. Whle n the Black Scholes model the market s complete, mplyng that every pay-off can be perfectly replcated, n jump dffuson models there s no perfect hedge and ths way the optons are not redundant. It turns out that the opton prce can be computed from the soluton V (t, S of the followng partal ntegrodfferental (PIDE Black Scholes equaton: t (t, S σ2 S 2 2 V (t, S + rs (t, S rv (t, S 2 + V (t, S + H(z, S V (t, S H(z, S (t, Sν(dz =, (3 where H(z, S = S(e z 1 and ν s the so-called Lévy measure characterzng the underlyng asset process wth random jumps n tme and space. Note that, f ν = then (3 reduces to the classcal lnear Black Scholes equaton (1. The novelty and man purpose of ths paper s to take nto account both drectons of generalzatons of the Black Scholes equaton. The assumpton that an nvestor can trade large amounts of the underlyng asset wthout affectng ts prce s no longer true, especally n llqud markets. Therefore, we wll derve, analyze, and perform numercal computaton of the model. We relax the assumpton of lqud market followng the Frey Stremme model under the assumpton that the underlyng asset prce follows 2
3 a Lévy stochastc process wth jumps. Ths functon may depend on the delta S V of the prce V, f ϱ >. The paper s organzed as follows. In the next Secton 2 we recall known facts regardng exponental Lévy models. We also recall mportant classes of Lévy measures wth fnte and nfnte actvty. Secton 3 s devoted to dervaton of the novel opton prcng model takng nto account feedback effects of a large trader on the underlyng asset followng jump-dffuson Lévy process. We show that the prce of an opton can be computed from a soluton to a fully nonlnear partal ntegro-dfferental equaton (PIDE (4. We also derve a formula for the tradng strategy functon φ whch mnmzes the varance of the trackng error. Next, n Secton 4 we present a sem-mplct numercal dscretzaton scheme for solvng the resultng nonlnear PIDE. The scheme s based on fnte dfference approxmaton. In Secton 5 we present numercal results when consderng the Varance Gamma process. We also perform senstvty numercal analyss of a soluton wth respect to model parameters ρ and ν. 2. Prelmnares, defntons and motvaton We consder a stylzed economy wth two traded assets, a rsky asset, usually a stock wth a prce S t, and a rsk-less asset, typcally a bond wth a prce B t whch s taken as numerare. The bond market s assumed to be perfectly elastc as bonds are assumed to be more lqud when compared to stocks. In ths economy there are two type of traders: the reference traders and the program traders. The program traders are also referred to as portfolo nsurers snce they use dynamc hedgng strateges to hedge portfolo aganst jumps n stock prces. They are ether sngle traders or a group of traders actng together. It s assumed that ther trades nfluence the stock prce equlbrum. The reference traders can be consdered as representatve traders of many small agents. We assume they act as prce takers. Typcally, t s assumed that D(t, Y t, S t s the reference trader demand functon whch depends on the ncome process Y t or some other fundamental state varable nfluencng the reference trader demand. The aggregate demand of program traders s denoted by ϕ(t, S t = ξφ(t, S t, where ξ s the number of wrtten dentcal securtes that the program traders are tryng to hedge and φ(t, S t s the demand per unt of the securty beng hedged. For smplcty, we assume that ξ s the same for every program trader. The general case where dfferent securtes are consdered can be found e.g. n [14. In the context of fnancal modellng a jump-dffuson model was proposed by Merton n [12. The random jump varables are normally dstrbuted wth the mean m and varance δ 2. In Fg. 1 we show comparson of European put opton prces between the classcal PIDE and the lnear Black Scholes model, and comparson between the classcal PIDE and the Frey Stremme PIDE model for the case when the large trader s nfluence s small, ρ =.1. In Fg. 2 we plot dependence of the mpled volatltes as decreasng functons of the strke prce K for the Frey Stremme model and ts PIDE generalzatons. We can observe that the mpled volatltes for the Frey Stremme PIDE model s always hgher when varyng the strke prce of the European Put opton. Numercal values of opton prces for varous models and parameter settngs are summarzed n Tables 1 and 2. Numercal results confrm our expectaton that assumng rsk arsng from sudden jumps n the underlyng asset process yelds a hgher opton prce when comparng to the Frey Stremme model opton prce. In Fg. 3 (left we compare European put opton prces V (, S computed by means of the Black Scholes and Frey-Stremme models dependng on the parameter ρ measurng nfluence of a large trader. We can observe that the prce of the European put opton ncreases wth respect to ρ, as expected. Furthermore, the prce computed from 17

Ths s due to the fact that the jump part of the underlyng asset process enhances rsk, and, consequently ncreases the opton prce. Fg. 3 (rght shows comparson of the opton prces for the Black Scholes and Frey Stremme PIDE model for varous values of ρ. 6. Concluson In ths paper we nvestgated a novel nonlnear opton prcng model generalzng the Frey Stremme model under the assumpton that the underlyng asset prce follows a Lévy stochastc process. We derved the fully-nonlnear PIDE for prcng optons under nfluence of a large trader. We also proposed the hedgng strategy mnmzng the varance of the trackng error. We derved a sem-mplct fnte dfference numercal approxmaton scheme for solvng the nonlnear PIDE. We presented varous numercal experments llustratng the nfluence of the large trader under the Lévy process wth jumps. 7.
