Source: FactSet, Macquarie Research, July 2015 (all figures in AUD unless noted) 3 July 2015 Macquarie Securities (Australia) Limited The Dis-Associates Event With the lowest CET1 ratio and fastest RWA growth of the majors, it is not surprising that ANZ is looking to divest non-core assets in order to satisfy rising capital requirements. While this might plug a hole in the short term, longer term this does not solve for ANZ s higher capital intensity. Likewise this move would see RoE dilution/earnings decline, a shift away from the super regional strategy and pressure on the dividend given the payout ratio post divestiture would be >80%. Underperform. Impact Divestment of Asian associates could fill the capital hole in the short term however it does not address the capital intensity issue Should ANZ dispose of their minority interests in Asia, they could see their CET1 levels increase by bps. While this would be fortuitous given the imminent announcement from APRA on mortgage risk weights, in reality this does not solve ANZ s capital intensity problem. This problem centres on the self funding issues that are caused by rapid RWA growth in markets with lower RoE s. This would erode earnings and potentially dilute ROE while also moving the bank further away from its Asian earnings targets... While Asian minority interest sales could be a short term fix for the ANZ share price, investors need to remember that the partnerships account for almost 10% of earnings. Hence a mass exodus of the partnerships would hit earnings. Likewise, if the most likely scenario occurs, namely the sale of the two Chinese banking stakes, ANZ s RoE would be hit, given both these banks have RoE s higher than the ANZ group average. Sales of the stakes will move the bank further away from its aspirational target of 25-30% of revenue from Asia by Lower earnings also call in to question the dividend payout ratio which would be higher post divestment Finally the current payout ratio for ANZ is ~72%. Divestment of all of the stakes would see earnings hit and the payout ratio rise to ~79%. This would result in the need to right size the dividend in our view. In addition, while the book value of the stakes are a deduction from regulatory capital, the stakes do help with capital generation via the dividends that are paid, something that would be missed by ANZ if the associates were divested. 2 Analysis With the lowest CET1 ratio and fastest RWA growth of the majors, it is not surprising that ANZ is looking to divest non-core assets in order to satisfy rising capital requirements. While this might plug a hole in the short term, longer term this does not solve for ANZ s higher capital intensity. Underperform. Divestment of Asian associates could fill the capital hole in the short term however it does not address the capital intensity issue Should ANZ dispose of their minority interests in Asia, they could see their CET1 levels increase by bps as shown in the table below. 3 Lower earnings also calls in to question the dividend payout ratio which would be higher post divestment Finally the current payout ratio for ANZ is ~72%. Divestment of all of the stakes would see earnings hit and the payout ratio rise to ~79%. This would result in the need to right size the dividend in our view. In addition, while the book value of the stakes are a deduction from regulatory capital, the stakes do help with capital generation via the dividends that are paid, something that would be missed by ANZ if the stakes were divested. As shown in our note - Winter is coming, ANZ is growing too fast to maintain their current dividend policy. Based off our FY15 cash profit forecasts, ANZ s RWA growth can run at 7-8% YoY for 65-70% to be a sustainable payout ratio. When you consider that ANZ s RWA grew 14% annualised in 1H15, this could be difficult to achieve.
