7 Beginner's Corner DERIVATIVES PART VI FUTURES We have been detailing e options a e option pay-offs during e la few issues. The basics of Futures have been dealt in our October 2012 issue. In is concluding part of our series on Derivatives we have explored e pay-offs in e Future segment. Pay Off s for Futures The pay-off of a futures contract depes on e spot price of e uerlying asset. There are two positions at could be taken in a futures contract, namely Long a Short. A. Long : One who buys e asset at e Future Price (F) B. Short : One who sells e asset at e Future Price (F) 1. Pay Off Long Futures The pay off chart for e above rategy is given below: Profit Loss Spot Price is e price of e asset at expiry of e contract i.e. closing price on e expiry date. The long position holder is obligated to buy e asset at e spot price. Here e inveor makes a profit if e spot price on e expiry date is higher an e future contract price a makes a loss if e opposite happens. 2. The mo important parameter to be considered before taking Future positions is Beta â Beta measures e sensitivity of ocks responsiveness to market factors. It measures how much a ocks price will rise or fall if e market rises/ falls. Here e market is e movement of iices like Sensex, Nifty etc. Illuration Beta of a reference iex like Sensex or Nifty is treated as 1. A ock wi a beta of (+) 1.5% will rise/fall by 1.5% when e iex rises/falls by 1%. Furer e ock will move in e same direction as at of e iex. However, a ock wi a beta of (-) 1.5% will move in e opposite direction to at of e iex. Similarly, Beta of a portfolio, measures e portfolios responsiveness to market movements. The weighted average of e iividual ocks beta is e beta of e portfolio. Futures can be used as a risk management tool. For example, an inveor who holds e shares of e company sees e value of e security falling from Rs. 450 to Rs In e absence of ock futures, he has no oer option but to bear e loss. Wi e security futures, he can offset e loss by taking a short futures position. Assuming e spot price of e security which he holds is Rs mon futures co him Rs. 402, for which he has to only pay an initial margin. If e price of e security falls, e losses he suffers on e security is offset by e profits he makes on e short futures position a vice versa.
