3 Investment Commentary - December 2009 A strong recovery - but 2010 may be a little rough Investors will be relieved The 2009 calendar has witnessed a strong rally in most asset classes - surprising and welcome given the pessimism that prevailed by the middle of the first quarter of the year. These strong returns are, of course, welcome but may be a little misleading. First, for many investment managers the strong returns from equities over 2009 have not been sufficient to make good the losses over This is illustrated in the table below: Calendar year investment return (gross of tax and fees) Asset Sector Australasian Equities Global Equities* NZ Property Manager average Positive returns and % 10.5% -1.4% -25.5% -28.1% -18.7% 1 of 18 0 of 11 0 of 5 *currency unhedged As expected (but no longer taken for granted), all managers have delivered positive returns over the two year period on both their NZ and their global bond funds. However, their performance has remained unusually volatile over that period. More on this shortly. Secondly, investment markets benefited over 2009 by the no cost is too high approach by governments determined to stave off a very substantial recession. This included pouring money into investment markets. The initial objective of limiting the impact of the recession appears to have been achieved, but the resultant hang-over could be both gnarly and drawn-out. 1

4 Bond markets over the last two years The last two years have seen some extraordinary returns from fixed interest funds. At the beginning of 2009 investment managers were predicting a strong year for corporate bonds through the combination of high running yields and capital gains as credit spreads (ie the interest rate margin between corporate and sovereign debt) contracted. This was contingent on there not being a substantial number of defaults on corporate debt. This scenario has played out for global bonds over Investment managers for NZ bond funds performed very well in absolute terms over 2008, with most returns well into double figures, but no where near as well in The performance for global bonds has been very mixed over the 2 years, though with some managers delivering strong absolute returns. A summary of the performance of both sectors over the last 5 years is given below. The last two years have seen an unusually large range of returns amongst investment managers, especially for global bonds. Historically, compared to equity funds, the returns amongst investment managers have been relatively similar with the average difference between the best and the worst performing investment manager for a quarter being: NZ Bonds 0.92% Global Bonds 1.75% However, over the last two years there has been a very large spread of returns from investment managers. This is illustrated by the following graph, which shows the difference between the best and the worst performing investment managers for each quarter over the last three years. 5 Investment manager changes The last year has also seen some major changes amongst the wholesale investment managers operating in New Zealand. AllianceBernstein has closed its New Zealand office and effectively withdrawn from actively supporting NZ business. ANZ has moved to full ownership of ING (NZ) Ltd. NZAM / Milford have developed a balanced fund product. Almost all investment managers have continued to modify their offerings to meet market, and in particular KiwiSaver, demand. These changes have been driven partly by the turmoil in investment markets, with poor investment returns resulting in clients going elsewhere and in the total amount of funds under management, and so income for the manager, falling. However, due to corporate restructuring, rebranding and globalisation, change within investment managers is always happening. The table below provides a snapshot of the investment managers participating in the Aon survey at selected dates over the last 20 years. 17 Aon Investment Consulting Services This quarterly survey is produced by Aon New Zealand. Explanatory Notes 1. Returns are before management fees and tax and are generally per annum, except for quarterly returns which are per quarter. 2. Discretionary Assets are those for which the manager considers they have full discretion over stock selection and asset allocation. 3. Australasian Equities - AMPCI s returns are those of their actively managed portfolios only. 4. Overseas Sectors - The returns are in $NZ and exclude the effects of currency hedging on Equities and include the effects of currency hedging on Bonds,. Global Property and Absolute Return Funds. 5. Overseas Equities - AMPCI s returns are those of their actively managed portfolios only. 6. Property - The returns in this table are influenced by the allocation to direct investment and holdings in listed vehicles. In the case of direct investment, the valuation approach and timing adopted by the manager will influence the returns. 7. In the compilation of the risk/return plots, risk is measured by the standard deviations of monthly returns over the period. 8. Average return is the asset-weighted average return. 9. Rankings on returns are calculated using more than 1 decimal place. Where managers have the same return rounded to 1 decimal place but different rankings, the rankings reflect the returns to more than 1 decimal place. 10.
